Material changes and management commentary
- Growth was led by subscriptions and higher business-formation volume. The nationwide rollout of free LLC formations helped increase formations but lowered formation average order value; management expects year-over-year AOV declines to continue through 2023 as it tests products and pricing under its “freemium” strategy.
- Sales and marketing expense declined 22% to $60.2 million, including a $13.0 million reduction in customer-acquisition marketing spend amid macroeconomic uncertainty. Technology and development expense rose 10% to $19.7 million. General and administrative expense fell 10% to $26.5 million.
- Cost of revenue rose 7%, mainly due to higher third-party staffing and filing fees. Management expects near-term gross-margin pressure from filing-fee mix and investment in tax services, with modest longer-term margin improvement expected from subscription growth and automation.
- Management believes cash, cash equivalents and operating cash generation will be sufficient for operational needs for at least the next 12 months. It expects adjusted EBITDA and free cash flow to increase in absolute dollars over the longer term, while noting growth rates may vary. The filing provides no specific full-year 2023 revenue or earnings guidance.
Restatement, risks and unusual items
- Q1 2022 was restated after a tax-provision error involving the identification of executives subject to Internal Revenue Code Section 162(m). The restatement increased Q1 2022 deferred tax assets by $3.9 million and reduced the reported net loss by $4.9 million, from $30.6 million to $25.8 million. Other corrections included revenue and related cost-of-revenue timing adjustments.
- Management concluded that material weaknesses in internal control over financial reporting remained at March 31, 2023, and disclosure controls and procedures were not effective. The weaknesses concern the control environment and accounting resources, complex and unusual transactions, and the financial close process, including taxes and account reconciliations. Remediation is underway but requires sustained validation and testing.
- The Q1 2023 income-tax provision was $3.8 million despite pre-tax income of $1.5 million, producing a 259.4% effective tax rate; the filing attributes the difference primarily to nondeductible stock compensation and other discrete adjustments. Gross unrecognized tax benefits were $9.2 million.
- Other items include $0.6 million of U.K. restructuring costs; $6.8 million of Q1 share repurchases, with approximately $48.1 million remaining under the authorization; and $22.7 million of Austin headquarters assets held for sale, with no impairment recorded. The company disclosed no material legal proceedings.
- Key risks include dependence on business formations and subscription conversion and renewal, uncertain economics of free formations, competition and changing legal-service regulation, macroeconomic conditions, privacy and cybersecurity, and the possibility that control weaknesses are not remediated timely. Cash deposits exceed insured limits; the filing noted no liquidity impact from recent U.S. bank failures but cited continuing uncertainty.
Important facts for investors to verify
- Whether free formations generate enough subscription attachment, retention and customer lifetime value to offset lower transaction value; monitor AOV, subscription growth and the 62.8% retention rate.
- Progress and independent validation of remediation of the material weaknesses, and whether subsequent filings report further corrections or restatements.
- Whether operating cash flow and free cash flow remain supported by deferred-revenue growth, and how much reflects timing of customer collections and payments.
- Trends in tax-service investment, gross margins, stock-based compensation and the effective tax rate.
- Use of the remaining repurchase authorization and the impact of the 1% excise tax where applicable.
