- Q1 operating cash flow was $1.6 million; investing activities used $16.0 million, principally reflecting $21.7 million of net loan growth; financing activities provided $13.2 million. Cash and equivalents declined $1.2 million during the quarter.
- Regulatory capital ratios at March 31 were 11.48% Tier 1 capital to average assets, 15.36% Tier 1 capital to risk-weighted assets, and 16.51% total capital to risk-weighted assets. The company and bank reported compliance with applicable capital requirements.
Material changes and credit quality
- Results include the full-quarter effect of the May 2011 North Penn Bancorp acquisition. Management attributed most of the increase in net interest income to the larger earning-asset base from the acquisition; average loans rose $116.8 million year over year.
- Net interest margin improved despite lower yields on loans and securities, as deposit and borrowing costs declined. Average cost of interest-bearing liabilities fell to 0.96% from 1.26%.
- The allowance for loan losses was $5.618 million, or 1.17% of loans, versus $5.458 million at year-end and $5.780 million a year earlier. Net charge-offs were $190,000 versus $56,000 in Q1 2011.
- Nonperforming loans increased to $8.985 million, or 1.88% of loans, from $7.815 million, or 1.71%, at year-end. Allowance coverage of nonperforming loans declined to 0.63x from 0.70x. Nonperforming assets were $10.128 million, down from $10.725 million, principally as foreclosed real estate fell to $1.143 million from $2.910 million.
- Commercial real estate and other commercial loans were the main areas of loan growth. Hospitality lodging exposure was $46.6 million and builders/contractors exposure was $13.3 million. Management reported no current-period losses in either industry and considered the allowance adequate, while cautioning that future losses could exceed it.
Management commentary, risks and unusual items
- Q1 included $402,000 of realized gains on securities sales, versus $212,000 a year earlier. Mortgage-loan sale gains were $5,000, down from $143,000, with substantially lower mortgage-loan sale activity.
- Expenses reflected acquisition-related staffing and occupancy costs, including costs for five community offices. Merger-related expense fell to $18,000 from $267,000; foreclosed-real-estate expense rose to $122,000 from $19,000.
- Off-balance-sheet commitments totaled $96.0 million: $42.5 million of unfunded loan commitments, $41.9 million of unfunded lines of credit, and $11.6 million of standby letters of credit. These contractual amounts are not necessarily expected cash requirements; management said related guarantee liabilities were not material.
- Management disclosed no earnings guidance. It stated Q1 results are not necessarily indicative of full-year results and assessed liquidity as adequate. Interest-rate simulations were within policy limits, which permit no more than an 8% decline in net interest income for a 200-basis-point rate shift.
- Disclosed risks include commercial-credit and collateral-value risks, regional economic conditions, interest-rate and liquidity risk, potential securities impairment, regulatory costs, and the ability to realize acquisition benefits. Management judged securities unrealized losses to be temporary and reported no material risk-factor changes from the 2011 Form 10-K.
- No legal proceedings were reported. Management concluded disclosure controls were effective and reported no material quarterly change in internal control over financial reporting.
