Changes versus the prior year

  • Revenue growth eased to 51.0% from 55.3%, while services became a larger share of revenue: 43.1%, versus 38.5%.
  • Gross margin improved by 1.0 percentage point to 73.3%, supported by product cost reductions and a higher-margin subscription mix.
  • Operating loss widened substantially, principally reflecting $141.2 million of legal settlement expense: $121.2 million related to Juniper and $20.0 million related to Fortinet. Share-based compensation also increased to $99.9 million from $43.9 million.
  • Operating cash flow declined by $26.1 million, primarily due to cash payments of $75.0 million to Juniper and $20.0 million to Fortinet, partly offset by growth in deferred revenue.
  • The company acquired Cyvera for approximately $177.6 million of consideration, including cash and shares, and acquired Morta for $10.3 million in cash.

Outlook, risks and unusual items

  • Management expected to release Advanced Endpoint Protection in fiscal 2015, with billings and revenue beginning to ramp in the second half of that year and a more meaningful revenue contribution in fiscal 2016. The company intended to invest approximately $25 million in fiscal 2015 in research and development, customer support and the endpoint sales force.
  • Management said cash from operations and existing cash were expected to meet anticipated needs for the foreseeable future. It planned continued investment in product development, sales capacity and international expansion.
  • In June 2014, the company issued $575 million of 0.0% convertible senior notes due 2019. Conversion, repurchase and potential dilution provisions may affect future liquidity and share count; the notes were not convertible as of July 31, 2014.
  • Juniper settlement consideration was approximately $175 million at stated transaction values, consisting of $75 million cash, common shares and a warrant; the filing records total fair value of $182.5 million for accounting purposes. The agreement includes cross-licensing and an eight-year mutual covenant not to sue. The Fortinet agreement extended a covenant for six years and involved a $20 million payment.
  • Key risks include reliance on channel partners (three generated 70% of FY2014 revenue), dependence on contract manufacturing and limited-source components, intense competition, rapid growth and execution demands, product defects or security failures, and uncertain renewals of subscription and support contracts.
  • The company reported an accumulated deficit of $335.7 million and expects operating expenses to rise in absolute dollars. Share-based compensation expense not yet recognized was $320.8 million at year-end. Management and the auditor reported effective internal control over financial reporting; the financial statements received an unqualified audit opinion.

Important facts for investors to verify

  • How much of continued growth is supported by deferred revenue, billings and renewal rates, and how those non-GAAP billings reconcile to recognized revenue.
  • Whether operating performance excluding the one-time legal settlements and elevated share-based compensation improves, while distinguishing GAAP results from adjusted measures.
  • The cash-flow effect of settlement payments, acquisitions, capital spending and working-capital changes.
  • Potential note conversion, cash settlement obligations, warrant dilution and the economic effect of the note hedge and warrant transactions.
  • Channel-partner concentration, receivables exposure and the resilience of manufacturing and component supply.
  • Progress, investment requirements and customer adoption for Advanced Endpoint Protection, including the timing of the expected revenue ramp.
