  • Six-month operating cash flow was $48.7, down from $61.1. Investing used $41.1, including $34.9 for acquisitions; financing used $25.3, including $49.8 of share repurchases and $9.4 of debt payments, partly offset by $35.0 of revolver borrowing. Cash fell $17.7 to $212.6.
  • At July 26, cash was $212.6 and total debt was approximately $279.0 ($18.6 current and $260.5 long-term); net debt was approximately $66.4. Current assets were $377.0 versus current liabilities of $125.2. The company reported compliance with its credit-facility financial covenants.

Material changes and operating drivers

  • Q2 sales fell 14%; six-month sales fell 8.2%. Management attributed weakness mainly to lower high-end consumer demand, particularly from Korea-based smartphone customers, and continuing reductions in 40Gbps and 100Gbps SerDes demand. Strong passive optical network demand supported enterprise-computing growth.
  • Q2 product-line sales included Signal Integrity $59.0 (up from $60.2), Protection $35.0 (down from $48.9), Wireless, Sensing and Timing $15.5 (down from $19.8), and Power and High-Reliability $16.1 (down from $16.5).
  • Q2 gross margin declined 0.4 percentage point, chiefly from a slightly less favorable product mix. Six-month gross margin increased 0.5 point, primarily reflecting lower impairment charges.
  • Q2 operating expenses rose 10% to $72.5. SG&A increased 9% to $34.5, reflecting litigation, earn-out and ERP support costs, partly offset by lower stock compensation. Product development expense was broadly flat; restructuring charges were $3.6.
  • Semtech acquired Triune in March for a guaranteed minimum $45.0, including $35.0 paid at closing and $10.0 due six months later, plus contingent consideration. The recorded Triune earn-out liability was $16.9; potential contingent payments could reach $86.0 under specified performance targets. The company also completed its EnVerv acquisition in January; acquired businesses’ reported revenue and earnings were not material.
  • The company divested its defense and microwave communications infrastructure business for an approximately 21% voting interest in Jariet Technologies. It did not classify the transaction as discontinued operations.

Outlook, risks and unusual items

  • Management forecast Q3 FY2016 sales of $110–$120 million and a slight gross-margin decline from Q2, partly as inventory levels are reduced. It expected Q3 SG&A to decline following the workforce reduction.
  • The July 2015 worldwide reduction in force affects approximately 8% of employees and was expected to be substantially complete by the end of Q3. The company recorded $3.6 million of charges and projected approximately $20 million in annualized operating-expense savings after full implementation.
  • Leverage exceeded 2.25 in Q2; management said the loan margin would rise to 1.875% in Q3, increasing annual interest expense by about $0.3 million. If leverage exceeded 2.5, the margin would rise to 2.25%, with an estimated annual interest-cost increase of $1.3 million. A 100-basis-point rate increase was estimated to reduce annual net income and cash flow by about $2.8 million, after the interest-rate cap.
  • Environmental remediation at the former Newbury Park site has a probable-loss range of $5.3–$7.5 million; $5.3 million was accrued because management could not determine a better estimate. An Intrigo ERP-consulting dispute remained in litigation; the company could not assess the outcome.
  • The company said disclosure controls were effective and that it had remediated a previously reported inventory-reserve review control weakness, but remediation had not yet been subject to PCAOB audit procedures. Testing of all key controls in the new ERP system was not complete.
  • Key risks include variable customer demand, distributor dependence, foreign-market and supplier concentration, inventory estimation, acquisition earn-outs, tax-rate volatility, debt and interest-rate exposure, ERP implementation, and potential changes in environmental or litigation liabilities. Approximately 73% of six-month sales were in Asia-Pacific; China, including Hong Kong, represented 44%.

Most important facts for investors to verify

  • Whether the Q3 sales range and expected gross-margin trend were achieved, and whether demand weakness in consumer and SerDes markets continued.
  • Whether the announced workforce actions delivered the projected annualized savings without impairing product development or execution.
  • Subsequent cash generation, inventory levels, repurchases, debt balances and leverage relative to loan pricing and covenants.
  • Updates to the Newbury Park remediation estimate, Intrigo litigation, and Triune and Cycleo earn-out liabilities and payments.
  • Whether ERP controls were fully tested and whether the inventory-reserve control remediation remained effective.
