TAT TECHNOLOGIES LTD annual report, Q4 FY2014

TAT Technologies Ltd. — FY 2014 Form 20-F

Reporting period: Fiscal year ended December 31, 2014. This is an annual report, not a standalone quarterly filing; the filing also presents unaudited quarterly results. Amounts below are U.S. dollars unless stated otherwise.

Business context

TAT supplies products and services to commercial and military aerospace and defense markets through three continuing segments: heat-management OEM manufacturing at Gedera, heat-transfer MRO and products through Limco, and aviation-component MRO through Piedmont. Financial statements are prepared under U.S. GAAP.

Gross margin declined as costs rose faster than revenue, with management citing lower-margin product mix across the segments. Operating cash flow turned negative, principally because inventory increased by $6.0 million. The company reported $28.0 million of cash and short-term deposits net of debt at year-end and said available cash and expected operating cash flow would cover requirements for at least 12 months.

Q4 2014: Revenue was $21.4 million, gross profit $5.4 million (25.2% margin), operating income $2.2 million, and net income $1.1 million. Q4 2013 revenue was $21.2 million; TAT reported a net loss attributable to shareholders of $0.7 million, including discontinued operations.

Changes versus prior period

  • Consolidated revenue increased 1.5%. Heat-management OEM revenue fell 9.5% to $28.2 million; Heat Transfer Services and Products rose 1.5% to $30.4 million; Aviation Components MRO rose to $27.7 million from $22.4 million, reflecting sales to existing and new customers.
  • Gross profit fell 8.4% and operating income fell 28.3%. Net income from continuing operations decreased from $5.3 million to $1.4 million, including higher net financial expense, principally forward-contract losses and currency effects.
  • Backlog increased to approximately $129.3 million from $40.9 million. TAT expected about $50.2 million to be delivered in 2015 and $79.1 million in 2016 and thereafter; backlog is not equivalent to recognized revenue.
  • TAT completed the sale of its 70% Bental interest on March 27, 2014 for $5.0 million. Bental’s 2013 results included a $3.3 million impairment and were presented as discontinued operations.
  • TAT paid a $2.0 million cash dividend in May 2014. It repaid the remaining bank loan during 2014.

Outlook, risks and unusual items

  • No specific 2015 revenue or earnings guidance was provided. Management cited airline traffic and positive commercial OEM indications, but also expected MRO demand pressure from airline deferrals and inventory destocking, and continued weakness in defense markets due to budget constraints. It anticipated growth as aerospace and defense markets recover.
  • Key risks include customer concentration (five customers represented 18.6% of 2014 revenue), dependence on international sales (about 93% outside Israel), government and export approvals, intense competition, fixed-price contract cost exposure, sole-source suppliers, inventory forecasting, and aerospace certification requirements.
  • Currency risk is material: TAT estimated a 1% U.S. dollar devaluation against the NIS would reduce operating income by approximately $152,000. The 2014 financial statements included $1.369 million of forward-transaction losses; six forward contracts with $4.8 million total notional were open at year-end.
  • Other exposures include Israeli political and military conditions, employee reserve duty, environmental compliance and product liability. A factoring-company claim of approximately $1.62 million was settled, with the court confirming termination of proceedings on March 9, 2015; the filing does not state a settlement payment amount.
  • As a subsequent event, Piedmont agreed in March 2015 to sell most of its FAvS common-stock interest and all preferred shares for an aggregate $3.624 million, with a reported gain of $1.395 million; TAT expected to retain 5% of FAvS.
  • Management concluded disclosure controls and internal control over financial reporting were effective at year-end. The independent auditor did not attest to internal control effectiveness.

Investor verification priorities

  • Reconcile the reported operating-income figures: audited statements and the detailed MD&A report $3.819 million for 2014, while an earlier selected-financial-data table displays $13.281 million.
  • Check the quality, timing, cancellation terms and customer concentration of the $129.3 million backlog, and whether it converts into revenue and cash as expected.
  • Review inventory growth, cash-conversion trends and the drivers of negative 2014 operating cash flow.
  • Assess segment margins, especially the OEM segment’s operating loss in 2014 and the lower overall gross margin.
  • Confirm the final proceeds, gain recognition and remaining ownership after the FAvS transaction, along with any remaining legal or contingent exposures.
