  • Revenue mix: Q3 parts revenue grew 9.6% and service 11.1%, while equipment revenue fell 3.1% and rental and other revenue fell 6.2%. For the nine months, revenue increased 5.8%, led by equipment, parts, and service.
  • Profitability: Q3 gross margin improved on a higher contribution from parts and service and better rental margins. Operating expenses rose 9.2% in Q3 and 12.1% for the nine months, including ERP transition costs and expenses supporting higher business volumes. The Q3 effective tax rate increased to 33.8% from 15.6%; management attributed about seven percentage points of the FY2020 tax rate to foreign-currency gains, principally related to the Ukrainian hryvnia.
  • Cash flow: Nine-month operating cash flow was negative $8.3, versus positive $11.7 a year earlier; management’s non-GAAP adjusted operating cash flow was negative $35.0 versus positive $1.5. Investing cash flow was negative $30.8, and financing cash flow was positive $34.9. Cash declined $4.3 to $52.4.
  • Balance sheet and funding: At October 31, cash was $52.4, inventory $624.2, and total assets $1,029.5. Floorplan payables were $445.7, up from $273.8 at January 31. Long-term debt was $49.0, including $13.3 current maturities; the $45.6 senior convertible notes were repaid at maturity on May 1, 2019. Operating lease liabilities totaled about $102.1 following adoption of ASC 842.

Changes, outlook, and notable items

  • Q3 revenue was essentially flat year over year, but net income fell 23.8%. Higher parts and service gross profit and lower interest expense were outweighed by higher operating expenses and taxes.
  • For the nine months, Agriculture revenue rose 6.0% and Construction 8.0%; International revenue rose 2.8%, partly reflecting the prior-year AGRAM acquisition. International same-store sales declined 9.3%, and segment pretax income fell to $2.8 from $6.2. Construction remained loss-making for the nine-month period, with a pretax loss of $0.5.
  • ERP transition costs were $2.1 in Q3 and $4.8 for the nine months. The company expects about $2.4 of additional ERP transition costs for the remainder of fiscal 2020 and anticipates implementing the replacement system in the first half of fiscal 2021. Accelerated amortization of the existing system reduced nine-month net income by approximately $2.8 and EPS by about $0.13.
  • Management said available cash, operating cash flow, and borrowing capacity should meet liquidity needs for at least 12 months. It expects to obtain a new facility before the Wells Fargo Credit Agreement matures on October 28, 2020. The CNH floorplan facility was increased from $400 to $450 in November 2019; total equipment floorplan lines therefore rose from $660 to $710.
  • Inventory stocking was a major cash use: inventory increased $133.1 from January 31, and equipment inventory turnover declined to 1.7 times from 1.8 times. Equipment inventory equity fell to 18.0% from 34.4%, reflecting increased stocking and floorplan financing.
  • Risks include weather and crop conditions, agricultural and construction market demand, foreign exchange exposure, interest-rate changes, and lender covenant and refinancing availability. A Romanian competition investigation involving Titan Machinery Romania remains preliminary; the company cannot estimate a possible loss. Other ordinary-course legal matters were not expected to have a material effect.
  • The filing restated prior-period revenue and cost of revenue for an immaterial internal-transaction elimination error; the correction reduced each by about 1% and did not affect gross profit, operating or net income, EPS, balance sheets, or cash flows. Adoption of lease accounting reduced opening retained earnings by $5.5 and materially increased reported assets and liabilities, without affecting operating results or cash flows.

Important facts for investors to verify

  • Whether equipment demand and International same-store sales stabilize, and whether Agriculture and Construction gains persist.
  • Inventory growth, turnover, floorplan borrowing, and the effect of seasonal working-capital needs on cash generation.
  • Progress and remaining costs for the ERP replacement, including timing and implementation risks.
  • Refinancing plans before the Wells Fargo facility’s October 2020 maturity, and ongoing compliance with credit-facility covenants.
  • Whether adjusted earnings and adjusted cash flow are useful alongside GAAP results; both are non-GAAP measures defined by management.
  • Developments in the Romanian competition investigation and any material change in foreign-exchange or interest-rate exposures.
