Material changes versus prior comparable periods
- Interest income increased 35.1% year over year for the nine months, primarily from new loan originations and higher LIBOR/SOFR rates. Interest expense increased 74.2%, reflecting new financings and higher benchmark rates.
- Net interest income increased 11.5% to $93.5 million for the nine months, despite higher funding costs.
- The CECL provision increased to $50.0 million from $5.2 million for the nine months, mainly due to specific reserves on the Long Island City office loans.
- Property and other income declined 10.3%, primarily because of property sales in 2022 and the prior-year sale of an industrial portfolio.
- Management fee expense and restructuring charges were eliminated in 2022 following the April 2021 internalization of management. The prior-year period included $109.3 million of restructuring charges, including a $102.3 million termination payment.
- Equity in earnings of unconsolidated ventures improved by $132.3 million year over year because the prior-year period included substantial fair value losses on investments.
- GAAP book value per share declined to $10.87 from $11.22 at year-end 2021. The Company repurchased 2.2 million shares for $18.3 million during the first nine months and had $81.7 million remaining under its repurchase authorization.
Outlook, risks and unusual items
- The Company declared and paid a third-quarter dividend of $0.20 per share. The filing does not provide formal earnings or dividend guidance.
- Rising interest rates may increase borrowing costs, reduce the value of fixed-rate assets, increase margin-call risk and impair borrowers’ refinancing capacity. Management estimated that a 100-basis-point increase in applicable benchmarks would increase annual net interest income by approximately $8.5 million, before other effects.
- Credit deterioration is concentrated in certain office and hospitality exposures. One Long Island City office loan was placed on nonaccrual status in September 2022 and was in payment default as of October 10, 2022. A second Long Island City loan remained current but had insufficient property cash flow and required additional borrower support.
- The New York hotel mezzanine loan was in maturity default, although interest payments were current through October 2022. A proposed forbearance agreement contemplated a $4.0 million senior-loan paydown and a possible twelve-month extension.
- Subsequent to September 30, 2022, the Company received $173.7 million of loan repayment proceeds from eight loans. One $59.9 million loan investment in the CLNC 2019-FL1 securitization was removed as a credit-risk collateral interest and exchanged for substitute loans.
- Unfunded lending commitments totaled approximately $291.1 million, subject to borrower conditions. Total contractual obligations, excluding unfunded commitments, were approximately $3.94 billion; including lending commitments, approximately $4.23 billion.
- Key risks include commercial real estate valuations, office and hospitality performance, borrower and tenant defaults, leverage, repurchase-facility margin calls, refinancing and extension risk, LIBOR-to-SOFR transition, foreign currency exposure, inflation, geopolitical uncertainty and the continuing effects of COVID-19.
- No material legal proceedings were reported, and management stated that disclosure controls were effective as of September 30, 2022.
Investor verification checklist
- Verify the valuation and reserve adequacy for the two Long Island City office loans, including leasing assumptions, collateral values and expected recovery timing.
- Monitor the New York hotel mezzanine loan for completion of the forbearance agreement, the required paydown and potential impairment.
- Reconcile reported liquidity with available borrowing capacity, collateral eligibility, restricted cash and potential repurchase-facility margin calls.
- Assess the effect of higher SOFR and funding spreads on net interest income, debt service and covenant compliance.
- Review the maturity profile of the $1.53 billion of repurchase borrowings and the approximately $1.34 billion of securitization bonds.
- Distinguish GAAP earnings and operating cash flow from Distributable Earnings and Adjusted Distributable Earnings when evaluating dividend coverage.
- Confirm the sustainability of the $0.20 quarterly dividend in light of the Q3 GAAP loss, Distributable Loss and expected credit losses.
