Compass Minerals International, Inc. — Q1 2016 Form 10-Q Summary
Business Context and Reporting Period
Compass Minerals produces and markets salt, magnesium chloride, sulfate of potash specialty fertilizer, micronutrients and other mineral products in North America and the United Kingdom. The company also operates a U.K. records-management business and owns a 35% equity interest in Produquímica, a Brazilian specialty-plant-nutrition company.
The filing covers the three months ended March 31, 2016. Results are highly seasonal because deicing-product demand depends on winter weather; first-quarter results are therefore not necessarily indicative of full-year performance.

| Operating cash flow | $92.6 million | $122.4 million | Down 24% |
- Salt sales were $292.1 million, down 8%; volumes declined 3% and average selling prices declined 5%. Salt operating earnings increased 7% because of lower purchased-salt and logistics costs and unfavorable prior-year mine downtime.
- Plant nutrition sales were $51.1 million, down 31%; volumes declined 24% and average selling prices declined 9%. Plant nutrition operating earnings fell 75%, reflecting weak agricultural demand, lower prices and volumes, and higher per-unit production costs. A $1.9 million gain on the disposition of Ogden property partially offset the decline.
- SG&A decreased slightly to $28.3 million, but increased to 8.2% of sales from 7.3%. The quarter included $1.7 million of severance costs related to restructuring.
- Interest expense increased to $5.8 million from $5.4 million, primarily because of the $100 million term loan used to fund the Produquímica investment. The effective tax rate increased to 29% from 27%.
- Capital expenditures were $43.8 million, compared with $41.7 million. Dividends paid were $23.5 million, or $0.695 per share, compared with $22.4 million, or $0.66 per share.
- Cash and cash equivalents were $85.2 million at March 31, 2016, up from $58.4 million at December 31, 2015. Receivables and inventories declined to $134.8 million and $211.1 million, respectively, from $147.8 million and $275.3 million at year-end.
- Total debt was $717.4 million, net of deferred financing costs, consisting primarily of $470.8 million under the term loan and $246.6 million of 4.875% senior notes due 2024. No revolving-facility borrowings were outstanding at quarter-end; $6.0 million of letters of credit reduced availability to $119.0 million.
- In April 2016, the company replaced its existing credit facilities with a $700 million secured agreement consisting of a $400 million term loan and a $300 million revolving facility, maturing July 1, 2021.
Material Changes Versus the Prior Comparable Period
- Consolidated revenue, operating earnings, net earnings, diluted EPS and adjusted EBITDA all declined, driven principally by weaker plant nutrition results and lower salt pricing and volumes.
- Gross margin improved despite lower sales because salt benefited from lower purchased-salt and logistics costs and from the absence of prior-year North American mine downtime.
- Comprehensive income increased to $84.4 million from $11.1 million, primarily because of a $34.4 million foreign-currency translation gain versus a $49.8 million loss in the prior-year quarter.
- The company began a restructuring program involving approximately 150 positions. It recorded a $3.2 million charge, or $0.06 per diluted share, and expects approximately $15 million of annualized savings beginning in 2018.
- The company recorded $0.4 million of earnings from its Produquímica equity investment and recognized an additional $4.7 million purchase-price obligation, payable in the second quarter of 2016.
Guidance, Outlook, Risks and Unusual Items
- Management expects mild first-quarter winter weather to reduce highway-deicing bid volumes. Full-year 2016 salt sales volumes are expected to range from 11.0 million to 11.8 million tons.
- Plant nutrition conditions remain pressured by weak agricultural markets and increased SOP imports, partly driven by the strong U.S. dollar. Management expects 2016 plant nutrition volumes to exceed 2015 levels but anticipates lower selling prices in some geographies.
- Plant nutrition production costs are expected to improve in the second half of 2016 after higher-cost, KCl-based inventory is sold.
- Major risks include weather and seasonality, agricultural demand and fertilizer pricing, foreign-exchange movements, energy and transportation costs, mining and operational hazards, regulatory matters, leverage and covenant compliance, and the ability to finance a potential acquisition of the remaining Produquímica equity.
- Produquímica shareholders may exercise put options in October 2016, 2017 or 2018. Management estimated the potential purchase of the remaining interest at approximately $250 million to $270 million, plus assumed Brazilian-real debt of approximately $100 million, although actual consideration will depend on future EBITDA and exchange rates.
- Canadian tax authorities have issued disputed reassessments totaling $84.8 million, $94.8 million and $33.5 million for separate matters, including penalties and interest. The company has posted performance bonds and bank guarantees and states that reserves are immaterial; outcomes could nevertheless be material if not resolved favorably.
- The company is negotiating a labor dispute involving its Cote Blanche mine and has recorded approximately $7.0 million of reserves. It also faces potential remediation obligations at its Kenosha, Wisconsin, site, although management does not expect these matters to have a material adverse effect.
- Natural-gas hedges covered forecast purchases through December 2017. The company expected to reclassify $2.2 million of net derivative losses from accumulated other comprehensive loss into earnings over the following twelve months.
Investor Verification Priorities
- Verify the sustainability of salt volumes and pricing following the mild winter and the expected reduction in deicing bids.
- Assess whether plant nutrition volume recovery and second-half production-cost improvements offset lower pricing, weak agricultural demand and SOP imports.
- Reconcile adjusted EBITDA to GAAP results and evaluate the effect of the $3.2 million restructuring charge and expected savings timeline.
- Review leverage, covenant headroom, refinancing requirements and the terms of the April 2016 replacement credit agreement.
- Monitor the Canadian tax reassessments, collateral requirements and the July 2016 Tax Court proceeding.
- Evaluate the potential funding, valuation and debt implications of acquiring the remaining Produquímica equity.
- Consider the effects of foreign-currency translation, natural-gas prices, weather, mining operations and other seasonal factors on cash flow and earnings.
