Revenue, margins and operating results

  • Elastic Cloud revenue was $121.2 million, up 24%, representing 41% of revenue versus 39% a year earlier. Other subscription revenue was $149.1 million. Subscriptions were 92% of total revenue.
  • Subscription gross margin was 79% versus 77%; services gross margin was 14% versus negative 6%. Total gross margin increased to 74% from 71%.
  • Operating expenses rose 6% to $252.5 million, below revenue growth. Stock-based compensation was $57.1 million, up from $46.9 million.
  • Other income was $7.3 million versus $0.3 million, primarily reflecting higher investment income. Income tax expense rose to $13.3 million and included a one-time $7.4 million charge for acquisition-related integration.

Cash, liquidity and debt

  • At July 31, cash and cash equivalents were $630.6 million and marketable securities were $326.5 million, totaling $957.1 million; restricted cash was an additional $2.7 million.
  • Operating cash flow was $37.8 million, compared with cash used of $9.7 million in the prior-year quarter. Investing activities used $55.1 million, mainly for net purchases of marketable securities; financing activities provided $3.8 million from stock option exercises.
  • Senior Notes had $575.0 million principal outstanding, carry a 4.125% coupon and mature July 15, 2029. Net carrying value was $567.8 million; disclosed fair value was approximately $497.0 million.
  • Accumulated deficit was $1.1 billion. Management said current cash, cash equivalents, marketable securities and expected operating cash were sufficient for at least the next 12 months.

Material changes versus the prior comparable period

  • Revenue growth was led by Elastic Cloud and services. Gross margin improved while operating loss narrowed, with operating expenses growing more slowly than revenue.
  • Operating cash flow turned positive, aided in part by collections and non-cash expenses, including stock-based compensation; deferred revenue declined $29.1 million during the quarter.
  • Other income increased substantially with interest income on cash and investments. The higher tax provision, including the one-time integration-related charge, partly offset operating improvement.
  • Customers numbered approximately 20,500, up from over 19,300 a year earlier; customers with over $100,000 of ACV exceeded 1,190 versus over 1,010. Net Expansion Rate was approximately 113%.

Outlook, commentary and risks

  • The filing does not provide a clear numerical financial guidance range. Management expects Elastic Cloud to continue increasing as a share of subscription revenue and says that mix may modestly pressure gross margin through third-party hosting costs.
  • Management described longer and less predictable sales cycles, deal scrutiny, slower customer consumption and spending, and foreign-exchange effects amid uncertain macroeconomic conditions. Consumption-based revenue may make results less predictable.
  • The workforce-reduction and facilities-optimization plan announced in November 2022 (approximately 13% workforce reduction) was substantially completed by quarter-end. The quarter included $0.7 million of restructuring charges; management may continue to adjust spending and selectively reinvest savings.
  • Key risks include sustained operating losses, competition and product adoption, cloud hosting commitments and costs, cybersecurity and privacy obligations, foreign-exchange exposure, and the ability to service debt. The company reported no legal proceedings it believed would individually or collectively have a material adverse effect.
  • Disclosure controls and procedures were assessed as effective at July 31, 2023; the filing reported no material quarter-specific change in internal control over financial reporting.

Important facts for investors to verify

  • Whether Elastic Cloud growth, customer expansion and consumption trends persist, particularly given management’s comments on customer optimization and sales-cycle uncertainty.
  • Whether gross-margin improvement is sustainable as cloud becomes a larger revenue share and services investment continues.
  • How operating cash flow develops after considering deferred revenue, collections, sales commissions and substantial stock-based compensation.
  • The effect of the one-time $7.4 million tax charge and the potential timing and amount of any U.S. deferred-tax-valuation-allowance release; management said such a release could materially reduce tax expense but is uncertain.
  • Liquidity and debt-service capacity, including the $575.0 million Senior Notes due 2029 and third-party cloud hosting commitments.
  • Potential dilution: ordinary shares outstanding were 98.4 million at July 31, 2023, and 10.9 million potentially dilutive shares were excluded from diluted loss per share as anti-dilutive.
