Fortune Brands Innovations, Inc. quarterly report, Q1 FY2024

Fortune Brands Innovations, Inc. — Q1 2024 Form 10-Q

Reporting period: Thirteen weeks ended March 30, 2024; figures are unaudited and compared with the thirteen weeks ended April 1, 2023. Amounts are in millions of dollars except per-share data.

Business context and results

Fortune Brands sells home-related products through its Water, Outdoors and Security segments. Reported growth includes the contribution of businesses acquired in June 2023; therefore, consolidated year-over-year growth was not solely organic.

  • Net sales were $1,109.6, up 6.7%. Management attributed the increase principally to $93.7 of sales from the acquired businesses and $14.9 of higher international sales, partly offset by higher customer incentives, lower U.S. sales volume and unfavorable foreign exchange.
  • Water sales increased 5.2% to $625.3 and operating income rose 10.0% to $141.3. Outdoors sales increased 8.7% to $315.0 and operating income rose to $34.3 from $13.0. Security sales increased 8.6% to $169.3, while operating income fell 9.5% to $19.1.

  • Operating income increased 17.9%. Management cited raw-material cost deflation, lower transportation costs and productivity gains, partly offset by higher customer incentives, personnel costs, foreign-exchange impacts and $5.2 of increased intangible amortization related to acquisitions.
  • Cash flow from operations declined by $147.4 year over year, principally reflecting receivables growth and inventory increases, partly offset by higher accounts payable. Investing cash outflow was $169.8, including the SpringWell acquisition and higher capital expenditures. Financing provided $238.7, mainly reflecting commercial-paper issuance.
  • At March 30, cash and cash equivalents were $359.7; current assets were $2,172.1 and current liabilities were $1,062.5. Long-term debt was $3,044.7, including $373.7 outstanding under the commercial-paper program. Cash less reported debt was approximately $(2,685.0). The $1.25 billion revolving facility had no borrowings, and the company reported compliance with its covenants.

Material changes and unusual items

  • SpringWell Water Filtration Systems was acquired on February 29, 2024, for $105.2 net of cash acquired. It is included in Water; $84.0 of goodwill was recorded. The 2023 Emtek/Schaub and Yale/August acquisitions also contributed to current-period sales and expenses.
  • Restructuring charges were $2.8; related other charges were $8.5, for $11.3 combined. These were mainly associated with a planned Security manufacturing-facility closure, Outdoors product-line rationalization and workforce actions.
  • Interest expense rose by $3.3, partly due to $373.7 of floating-rate borrowings. Other income of $6.3 in the prior-year quarter became other expense of $0.1, primarily due to lower foreign-currency transaction and interest income.
  • The company repurchased $100.0 of shares and paid $30.1 in dividends during the quarter. The board authorized up to $650 million of repurchases over two years; approximately $624.8 remained authorized at quarter-end.

Outlook, risks and contingencies

The filing provides no numerical earnings or sales guidance. Management described a near-term housing-market slowdown, linked to inflation and higher mortgage rates, but said it believes the housing market’s fundamental drivers remain intact and the company is positioned to manage the slowdown. It cited ongoing exposure to supply, labor and freight constraints, inflation, interest rates, tariffs and foreign exchange, with productivity initiatives and pricing among its mitigation efforts. Operating cash flow is seasonal, typically strongest in the third and fourth quarters.

Key disclosed risks include dependence on North American and Chinese housing and remodeling activity, customer and supplier concentration, competition, commodity and energy volatility, cybersecurity and IT disruption, supply-chain interruption, acquisition integration and goodwill impairment, environmental matters, litigation, regulation and tax changes. Management said routine litigation and environmental matters are not expected to have a material adverse effect; the company reported no material changes to the risk factors in its 2023 Form 10-K. A $23.5 payment related to the deferred Vietnam closing of the 2023 acquisition remains pending local regulatory approval and is reflected as restricted cash and a payable.

Important facts for investors to verify

  • Whether operating cash flow recovers as seasonal patterns and working-capital balances normalize.
  • The effect of increased debt and floating-rate commercial paper on interest costs, liquidity and covenant headroom.
  • Progress and costs associated with the Security facility closure, Outdoors rationalization and acquisition integration, including realization of SpringWell’s expected synergies.
  • Developments in housing demand, customer incentives, input costs, the Vietnam deferred closing and environmental or litigation exposures.
