CENTRUS ENERGY CORP quarterly report, Q1 FY2016

Centrus Energy Corp. — Q1 2016 Form 10-Q

Reporting period: Three months ended March 31, 2016. Centrus supplies low-enriched uranium (LEU) to nuclear utilities and performs government-funded advanced centrifuge development work. The company reported two segments: LEU and contract services.

Gross margin improvement was partly driven by $8.1 million of contract-services revenue recognized in March for work performed in Q4 2015, before a contract was in place and related expenses were recorded. The LEU segment’s gross profit was $8.1 million, with an 11.0% margin versus 4.9% a year earlier. Contract services generated $7.7 million of gross profit, compared with a $0.3 million loss.

Operating cash use reflected, among other items, a $61.0 million reduction in payables under SWU purchase agreements and cash spent on American Centrifuge activities. Inventory declined by $48.5 million, partly offset by higher receivables. The 8% PIK toggle notes accrue interest partly as additional principal; Centrus elected to pay 5.5% per year in PIK interest for the semiannual periods ending March and September 2016. The notes mature September 30, 2019, with a possible extension to 2024 subject to specified funding conditions.

Material changes and operating drivers

  • LEU revenue fell 50% to $73.6 million: SWU revenue declined 43% and uranium revenue declined 67%. SWU sales volume fell 40%, while uranium sales volume fell 79%; the company attributed changes primarily to delivery timing and expected lower uranium deliveries.
  • Contract-services revenue decreased 22% to $16.4 million, reflecting reduced work scope, partly offset by the $8.1 million billing for prior-quarter work. The new UT-Battelle contract, signed in March, provides for work through September 30, 2016, with monthly report payments of about $2.7 million, down from about $6.9 million through September 2015.
  • Advanced technology costs rose to $12.0 million from $1.8 million, including American Centrifuge demobilization costs. Centrus completed its three-year demonstration in September 2015; U.S. government funding was reduced to development and testing work in Oak Ridge.
  • Cash fell $54.3 million during the quarter. The company recorded a $0.5 million uranium inventory valuation adjustment for market-price declines.

Outlook, risks, and contingencies

Centrus forecast 2016 SWU and uranium revenue of $250 million–$275 million, total revenue of $275 million–$300 million, and year-end cash of $200 million–$250 million. It said it expected adequate liquidity for at least 12 months, while noting liquidity depends on operating performance, customer orders, inventory purchases, and American Centrifuge spending and government funding.

The company projected $50 million–$60 million of 2016 cash expenditures for Piketon decontamination and decommissioning (D&D), severance, and other demobilization costs. D&D work began in Q2 2016 and was expected to continue into Q1 2017. The recorded D&D liability was $29.4 million, supported by fully cash-collateralized surety bonds of the same amount. Costs above approximately $50 million would result in additional recorded expense.

  • Centrus was discussing pension-plan matters with the PBGC, which raised the possibility of contributions ahead of statutory requirements. The company said there was no assurance of an agreement. It did not expect required 2016 qualified-plan contributions, but expected $5.4 million of postretirement health and life benefit contributions.
  • The NYSE MKT accepted the company’s plan to regain listing compliance; the deadline was May 17, 2017. Failure to regain compliance or make progress could lead to delisting procedures.
  • DOE-related unpaid invoices totaled approximately $78 million, but the recorded long-term receivable was $23.0 million because collection amount and timing remained uncertain. The company also reported $19.4 million of unapplied DOE payments pending resolution.
  • DOE retains rights and remedies relating to missed American Centrifuge milestones, with related rights, defenses, and response time limits preserved and tolled. Further funding reductions could cause additional project demobilization, delays, or termination.
  • Other key risks include weak LEU market conditions, dependence on suppliers including TENEX, uncertain customer order timing, pension and postretirement obligations, and the ability to fund or commercially deploy American Centrifuge technology.

Management reported effective disclosure controls and procedures and no material change in internal control over financial reporting during the quarter. The filing stated there were no material changes to the risk factors or legal proceedings described in the 2015 Form 10-K.

Important facts for investors to verify

  • Whether 2016 revenue and year-end cash guidance remained achievable given the first-quarter cash decline and the timing of customer orders and inventory purchases.
  • How much of the gross-profit improvement reflected recurring economics versus the $8.1 million billing for prior-quarter contract work.
  • Final Piketon D&D, severance, and demobilization costs, cash timing, and any expense above the approximately $50 million threshold.
  • Resolution of PBGC discussions and any resulting pension funding, plan, or guarantee implications.
  • Collectability and timing of DOE receivables and any changes in the NYSE MKT compliance plan or listing status.
  • Funding and contract arrangements for American Centrifuge development after the UT-Battelle contract’s September 30, 2016 expiration.
