Q2 sales fell 3.6%, principally due to a $24.0 million unfavorable currency impact, partly offset by favorable mix and selling prices. For the first half, sales rose 3.6%; favorable product mix, higher-value product volumes and royalty revenue more than offset currency headwinds.
Q2 gross profit increased 13.4%, with margin up 4.7 percentage points. Management cited higher sales of higher-value products, improved manufacturing costs and royalty income. First-half operating profit rose modestly despite substantially higher restructuring and impairment charges. First-half net income declined slightly year over year.
Cash, debt and liquidity
- Cash and cash equivalents were $88.5 million at June 30, 2012, versus $76.5 million at year-end 2011; $87.7 million was held by foreign subsidiaries. Management said domestic liquidity needs could be met without repatriating those funds.
- Total debt was $174.1 million, up from $146.0 million at December 31, 2011. Long-term debt was $170.9 million. The company reported $66.6 million of availability under its approximately $225 million revolving facility and $43.4 million under overdraft facilities and other lines.
- SWM was in compliance with credit covenants at quarter-end. Total debt to capital was 27.8%, compared with 23.5% at year-end.
- Six-month investing cash outflow was $39.3 million, including $17.9 million net investment in equity affiliates. Capital spending was $14.0 million. Financing cash outflow was $20.8 million, including $45.7 million of treasury-share purchases and $4.8 million of dividends.
- Inventory rose to $120.6 million from $113.8 million at year-end. Operating working capital used $11.5 million of cash in the first half.
Material changes and unusual items
- Restructuring and impairment expense was $5.3 million in Q2 and $24.0 million in the first half, compared with $0.7 million and $1.7 million, respectively, in 2011. The first-half total included a $16.9 million impairment of Spotswood mill assets after an amended Philip Morris-USA supply agreement removed a commitment to stand ready to produce banded cigarette paper.
- Reconstituted Tobacco restructuring included costs associated with suspending the Philippines RTL facility and transferring equipment to the Chinese joint venture. SWM reported $71.4 million of partially constructed Philippines RTL assets remained on the balance sheet and identified them as subject to future impairment assessment.
- Paper segment Q2 operating profit increased to $20.8 million from $10.6 million; Reconstituted Tobacco segment operating profit decreased to $20.1 million from $26.3 million. First-half segment operating profit was $25.1 million for Paper and $44.8 million for Reconstituted Tobacco.
- The effective tax rate was 39.6% in Q2 and 40.1% for the first half. The company recorded valuation allowances against Philippines net operating loss deferred tax assets and did not recognize tax benefits for losses at the RTL Philippines facility.
- Foreign currency translation reduced first-half other comprehensive income by $11.0 million; comprehensive income was $23.4 million versus $64.3 million in the prior-year period.
Outlook, risks and contingencies
Management saw opportunities from additional lower ignition propensity (LIP) cigarette regulations and expected LIP capacity efficiencies and operational-excellence measures to support margins and mitigate inflation. It also anticipated potential Asian demand growth for reconstituted tobacco as cigarette design and regulatory requirements evolve. No specific earnings or revenue guidance was provided.
Management identified global economic uncertainty, foreign-exchange volatility, declining cigarette consumption in Western markets, inflation, and tobacco-industry supply-demand imbalances as challenges. Sales concentration is significant: four customers accounted for 54% of 2011 sales. The company also noted risks related to LIP and reconstituted-tobacco demand, foreign regulation and currency movements, and continued utilization or impairment of the suspended Philippines facility.
A Brazilian ICMS tax assessment totaled approximately $40 million at the stated exchange rate, with approximately $18 million potentially covered by an indemnity from a former owner. SWM continued to contest the assessments and recorded no liability, believing it would ultimately prevail. Environmental and other ordinary-course claims were also discussed; management did not expect them to have a material effect, while noting that future environmental costs could be significant.
Patent proceedings concerning LIP products continued. The ITC issued a final determination of no violation in June 2012; SWM said that decision had limited legal effect outside the ITC proceeding. The filing also reports opposition proceedings against several European patents.
After quarter-end, the board authorized a two-for-one stock split, distributed August 21, 2012, and declared a $0.15-per-share quarterly dividend payable September 28, 2012. The split makes the dividend equivalent to twice the pre-split payout per original share position.
