Profitability, Cash Flow, Debt and Liquidity

  • Net income increased 9.3% year over year, primarily reflecting higher net interest income, lower credit-loss provisioning and increased noninterest income.
  • Interest income declined to $93.4 million from $96.5 million as the average yield on interest-earning assets fell to 4.62% from 5.16%. Lower funding costs more than offset the yield pressure: interest expense decreased to $13.0 million from $18.7 million.
  • The tax-equivalent net interest margin declined 18 basis points to 4.02%; the average rate paid on interest-bearing liabilities declined to 0.83% from 1.26%.
  • Net cash provided by operating activities was $73.8 million, compared with $62.3 million in Q1 2010. Investing activities used $280.5 million, principally because of purchases of held-to-maturity securities and loan growth. Financing activities provided $193.4 million, primarily from deposit growth.
  • Cash and cash equivalents were $146.0 million at March 31, 2011, down from $159.4 million at year-end 2010.
  • Total borrowings, including other borrowings and securities sold under repurchase agreements, were $279.9 million, down from $435.1 million at December 31, 2010. Junior subordinated debentures were $85.1 million after a $7.2 million redemption during the quarter.
  • Management stated that liquidity was adequate. The Bank had $3.23 billion of total borrowing capacity under its FHLB security and pledge agreement, of which $228.1 million was outstanding.
  • Outstanding off-balance-sheet commitments included $459.3 million of commitments to extend credit and $15.3 million of standby letters of credit. These amounts may not represent actual future funding requirements because commitments may expire unused.
  • Consolidated capital ratios were 15.21% total risk-based capital, 14.00% Tier 1 risk-based capital and 6.97% Tier 1 leverage capital. Bank-only ratios exceeded regulatory thresholds for “well capitalized” status.

Material Changes Versus Comparable Periods

  • Loans increased 2.5% from year-end 2010, led by growth in 1-4 family residential loans and commercial and industrial loans; securities increased as the company continued investing excess liquidity.
  • Deposits increased 4.8% from year-end 2010, while noninterest-bearing deposits represented approximately 22.1% of total deposits.
  • Provision expense declined 61.5% year over year, and net charge-offs declined to $1.5 million from $4.4 million. The allowance for credit losses was $51.8 million, or 1.47% of total loans, compared with 1.48% at year-end 2010.
  • Nonperforming assets declined to $12.9 million from $15.8 million, and the ratio of nonperforming assets to loans and other real estate declined to 0.36% from 0.45%.
  • Noninterest income increased 6.9%, principally from deposit-account growth and higher debit and ATM card income, partially offset by lower NSF fees.
  • Noninterest expense increased 5.0%, primarily because of higher salaries and benefits associated with personnel added through the 2010 branch acquisitions. The efficiency ratio modestly worsened from 43.77% to 44.30%.
  • Average interest-earning assets increased $626.7 million, but the average yield declined 54 basis points. Average interest-bearing liabilities increased $357.5 million, while their average cost declined 43 basis points.

Outlook, Commentary, Risks and Unusual Items

  • Management stated that the quarter’s results are not necessarily indicative of full-year results and that forward-looking statements are subject to substantial uncertainty.
  • The primary risks identified include changes in the U.S. and Texas economies, deterioration in borrower credit quality, real-estate concentration, interest-rate volatility, deposit and loan competition, funding availability, securities valuation changes, acquisition integration and goodwill impairment, regulatory changes, FDIC assessments, technology costs and loss of key personnel.

Important Facts for Investors to Verify

  • The composition, duration and credit performance of the approximately $4.92 billion securities portfolio, including unrealized losses in held-to-maturity securities.
  • The sustainability and cost of deposit growth, including the extent to which deposit pricing or competition could pressure funding costs.
