UNIVERSAL CORP quarterly report, Q3 FY2015

Universal Corporation — Form 10-Q Summary

Reporting period: The filing covers the quarter and nine months ended December 31, 2015 (the third quarter of fiscal 2016). The request metadata says “2014 Q3,” but that does not match the filing period.

Business context and results

Universal is a global leaf tobacco supplier. Its business is seasonal, and management cautions that quarterly results may not indicate full-year performance. Amounts below are in U.S. dollars; financial statement amounts are converted from thousands to millions.

MetricThree months ended Dec. 31, 2015Prior-year quarterNine months ended Dec. 31, 2015Prior-year period

Revenue fell 23% in the quarter and 12% year to date, mainly reflecting lower shipment volumes, lower green-leaf prices, and reduced processing revenues. The quarter comparison was also affected by unusually high prior-year shipments. Despite lower revenue, management reported a slightly higher year-to-date gross margin percentage than the prior year.

Cash flow, debt, and liquidity

  • Nine-month operating cash flow was $6.5 million, versus cash used of $1.6 million a year earlier. Investing activities used $43.5 million, including $38.5 million of capital spending and $6.0 million to acquire a joint-venture partner’s interest. Financing activities used $43.5 million. Cash declined $81.2 million from fiscal year-end to $167.6 million.
  • At December 31, 2015, current assets were $1,661.1 million and current liabilities were $290.7 million. These balances include substantial seasonal tobacco inventory of $965.9 million.
  • Long-term obligations were $370.0 million; short-term debt and overdrafts were $65.9 million. The company reported net debt of $309.5 million, up $98.2 million during the nine months due primarily to seasonal working capital needs. Net debt to net capitalization was approximately 18%, versus 24% a year earlier.
  • Cash was $167.6 million. Universal reported $430 million available under its committed revolving credit facility and about $292 million in unused uncommitted credit lines. It said available resources exceeded normal working-capital needs and anticipated capital spending for the next 12 months.
  • The $370 million term-loan balance was covered by interest-rate swaps. Variable-rate debt was approximately $66 million; management estimated that a 1% rate change would alter annual interest expense by about $1 million, partly offset by customer charges.

Changes, outlook, and management commentary

  • North America and Other Regions segment operating income declined year to date. In North America, lower processing volumes reflected a change in the Philip Morris International arrangement from toll processing to processed-tobacco sales; most current-crop shipments under the new arrangement were expected in fiscal 2017.
  • Management expected fiscal-year lamina sales volumes to slightly exceed the prior year, but said a large volume was scheduled for the fourth quarter and logistical delays could push some shipments into the first quarter of fiscal 2017.
  • Management forecast 2016 flue-cured production outside China to decline 11% and burley production to decline 6% versus 2015. It cited El Niño-related production effects in Brazil and potential effects in Africa, and expected lower production and reduced plantings to bring markets largely into balance in fiscal 2017. It remained cautious about crop planning and contracting.
  • Planned capital spending was approximately $45–$50 million over the next 12 months. The new food-ingredients facility had begun commercial production, with customer qualification work continuing.
  • Universal acquired its partner’s 50% interest in a Guatemala processing joint venture for $6.0 million and recorded a $3.4 million pretax remeasurement gain. The acquired operation’s revenue and earnings were not material.
  • Fiscal 2016 year-to-date results included $2.4 million of restructuring and impairment costs associated with scaling back Zambia operations. The comparable prior-year period included an $8.0 million income-tax benefit and $4.5 million of restructuring costs. The filing gives no formal full-year EPS or earnings guidance.

Risks and contingencies

  • Brazil VAT assessments remained contested. The outstanding Santa Catarina assessment was approximately $11 million and the revised Paraná assessment approximately $4 million. Management considered no loss probable and recorded no liability; resolution may take considerable time.
  • Brazilian grower-loan guarantees had a maximum potential payment of $27 million, including accrued interest, and generally expire within one year. Their recorded fair-value liability was approximately $1 million.
  • Currency movements, crop yields and weather, customer shipment timing, tobacco prices, and seasonal working-capital requirements affect results and liquidity. Management also cited possible shipping and logistics delays.
  • Management said there were no material changes to the risk factors in the fiscal 2015 Form 10-K. It reported effective disclosure controls and no material adverse effect expected from other incidental legal and tax matters, while noting an adverse resolution could materially affect a reporting period.

Key facts for investors to verify

  • Confirm whether fourth-quarter shipments occurred as scheduled or shifted into fiscal 2017, and assess the effect on sales and working capital.
  • Track 2016 crop production, customer demand, and Universal’s crop purchasing and contracting commitments.
  • Review the status and potential exposure of the Brazil VAT assessments and grower-loan guarantees.
  • Evaluate recurring earnings apart from the $3.4 million acquisition-related gain, restructuring costs, and the prior-year tax benefit.
  • Monitor seasonal inventory, cash generation, net debt, facility availability, and capital spending; the filing notes that results are seasonal.
