Applied Optoelectronics, Inc. — Q1 2017 Form 10-Q

Business context and period. The company designs and manufactures fiber-optic networking products for data center, cable television (CATV), fiber-to-the-home (FTTH) and telecom markets. This unaudited report covers the three months ended March 31, 2017; comparisons are with Q1 2016 unless stated otherwise. Amounts below are in U.S. dollars.

Revenue increased 45.6%. Data center revenue rose 104.2% to $79.6 million and represented 82.7% of sales; CATV revenue grew 69.4% to $13.1 million. FTTH revenue declined 76.7% to $0.1 million, while telecom revenue was nearly flat at $3.2 million. Management attributed data center growth to demand for 40 Gbps and 100 Gbps transceivers and CATV growth to network upgrades.

Gross margin improved 14.8 percentage points. Management cited improved yields, process improvements and automation that lowered production costs for certain 40G and 100G products. Operating expenses rose 8.5%: lower R&D costs were offset by higher general and administrative expenses, including personnel, new-building overhead and professional fees. Q1 other expense was $0.9 million, compared with $0.03 million of other income a year earlier, mainly reflecting foreign-exchange transaction losses.

Cash, debt and liquidity

  • At March 31, 2017, cash and cash equivalents were $59.7 million; restricted cash was $0.9 million and short-term investments were $0.04 million. Total current assets were $194.2 million and current liabilities $67.6 million.
  • Total debt was $28.6 million, including $4.7 million current and $23.9 million long-term, down from $42.8 million at year-end 2016. The company repaid $14.7 million of debt during Q1; no revolving credit balance was outstanding.
  • Unused borrowing capacity was $50.0 million. The company reported compliance with its loan covenants. Certain U.S. bank borrowings are secured by substantially all company assets.
  • Operating cash flow was $9.7 million. Growth in receivables ($16.6 million cash use) and inventory ($4.3 million use) absorbed cash, partly offset by higher accounts payable. Financing cash flow included $21.6 million net proceeds from the Q1 common-stock offering and $14.7 million of debt repayments.
  • Management stated that cash, operating cash flow and available borrowing are expected to cover anticipated cash needs for the next 12 months. Future requirements depend on growth, R&D, manufacturing capacity and other investment needs; additional financing could dilute shareholders.

Material changes, outlook and risks

  • The data center business grew to 82.7% of revenue, increasing the company’s exposure to that market and to major customers. The top ten customers accounted for 96.7% of Q1 revenue, versus 92.3% a year earlier; the filing states that Amazon represented 54.6% and Microsoft 18.3% of 2016 revenue.
  • The company completed its second at-the-market offering in March 2017. It sold 1.6 million shares cumulatively at a weighted average $31.55, raising $48.8 million net; Q1 financing cash flow reports $21.6 million of offering proceeds.
  • The company recorded a $0.5 million tax benefit from excess share-based compensation tax benefits after adopting ASU 2016-09. It also recorded a $1.2 million deferred tax asset and corresponding retained-earnings credit on adoption. China deferred tax assets remained subject to a full valuation allowance; management said a partial release could become possible within 12 months, depending on profitability.
  • No numerical revenue or earnings guidance is provided in the filing. Management expects data center revenue to continue increasing as a share of sales, but cautions that quarterly results are not necessarily indicative of full-year results.
  • Key risks include customer concentration and purchase-order variability; demand and technology cycles; customer qualification and scaling of new products; manufacturing, supplier and capacity constraints; margin and inventory volatility; foreign-exchange exposure; and reliance on manufacturing in China and Taiwan and laser production at the Sugar Land facility. Management reported no material pending legal proceedings, no off-balance-sheet arrangements, effective disclosure controls, and no material Q1 changes to internal control over financial reporting.

Investor verification priorities

  1. Track customer concentration, especially large data-center customers, order patterns and the sustainability of 40G/100G transceiver demand.
  2. Check whether gross-margin gains from yields, process improvements and automation persist as product mix, pricing and volumes change.
  3. Monitor receivables, inventory and accounts payable for working-capital pressure alongside rapid revenue growth.
  4. Reconcile debt maturities, borrowing capacity and covenant terms with planned capital spending and cash needs.
  5. Verify the impact of China tax status and any valuation-allowance release, and assess ongoing foreign-exchange effects.
