ADVANCED ENERGY INDUSTRIES INC quarterly report, Q2 FY2023

Advanced Energy Industries, Inc. — Q2 2023 Form 10-Q

Reporting period: Three and six months ended June 30, 2023; unaudited. The company designs and sells precision power products and related services for semiconductor, industrial and medical, data center, and telecom markets. Financial figures below are in millions of dollars unless stated otherwise.

Financial performance

MetricQ2 2023Q2 2022H1 2023H1 2022
Revenue$415.5$440.9$840.5$838.4
Gross profit / margin$147.1 / 35.4%$162.2 / 36.8%$302.2 / 36.0%$306.5 / 36.6%

Diluted EPS$0.72$1.19$1.54$2.17

Q2 revenue declined 5.8% year over year; H1 revenue was nearly flat, up 0.3%. Q2 gross margin fell 1.4 percentage points. Management attributed margin pressure to lower sales, unfavorable product mix, and higher costs from prior-year investments, partly offset by lower premiums for scarce components. H1 operating cash flow was $52.4 million, including a $3.1 million outflow from discontinued operations; continuing-operations operating cash flow was $55.5 million. Capital expenditures were $33.6 million.

Liquidity, debt, and capital allocation

  • At June 30, cash and cash equivalents were $455.3 million; marketable securities were $0.2 million. Current assets were $1,153.2 million and current liabilities were $303.4 million.
  • Debt outstanding was $365.0 million gross ($363.5 million net of discount), including $20.0 million current. The company had $200.0 million available under its revolving facility and reported compliance with credit covenants. Facilities mature in September 2026.
  • $229.5 million of term debt was subject to a swap-fixed 1.172% rate; $135.5 million bore a variable rate of 5.952% at quarter-end. Management estimates a 100-basis-point rate increase would add about $1.4 million to annual interest expense on variable-rate debt.
  • H1 cash dividends paid were $7.6 million; quarterly dividend was $0.10 per share. No shares were repurchased in H1 2023; $199.3 million remained authorized for repurchases.

Material changes and operating trends

  • Q2 market revenue: Semiconductor Equipment $173.2 million, down 24.3%; Industrial and Medical $127.6 million, up 21.6%; Data Center Computing $59.1 million, down 14.6%; Telecom and Networking $55.7 million, up 46.3% year over year.
  • Semiconductor demand weakened amid the industry downturn, memory overcapacity, inventory digestion, lower fab utilization, and U.S. export restrictions affecting shipments to Chinese customers. Data center revenue also declined as customers delayed investment.
  • Industrial and Medical posted record quarterly revenue in both Q1 and Q2, according to management. Telecom and Networking growth reflected improved component availability and fulfillment of prior-year demand.
  • Research and development expense increased to $51.4 million in Q2 from $48.0 million; SG&A was $55.6 million versus $55.0 million. Restructuring charges were $3.2 million in Q2.
  • 12-month backlog fell 26.4% from year-end 2022 to $644.7 million, as demand softened and improved lead times reduced later-dated orders. Backlog may be canceled, changed, or delayed and is not necessarily indicative of future sales.

Outlook, risks, and unusual items

  • Management expects backlog to return to a “normalized” $400–$500 million range over the next several quarters as component availability improves and lead times decline.
  • The semiconductor downturn and reduced data center investment were expected to continue through 2023. Management said the durability of Industrial and Medical demand and the ability to sustain first-half Telecom and Networking revenue were uncertain.
  • Some supply constraints continued, and the company still paid premiums for critical parts, partly recovered from customers. Management expected these premiums to abate by year-end 2023, but the pace of supply recovery and cost recovery remained uncertain.
  • The 2022 restructuring plan—factory footprint optimization, production consolidation, and redundancy reduction—is expected to be substantially completed by early 2024. Q2 restructuring costs were $3.2 million; cumulative costs under the plan were $9.9 million through June 30, 2023.
  • Management believes liquidity sources are adequate for anticipated needs over the next 12 months and longer term. It anticipates continuing quarterly dividends of $0.10 per share, subject to Board discretion.
  • Key risks include cyclical and macroeconomic conditions, supply availability and costs, export controls and geopolitical developments, customer demand and backlog conversion, foreign exchange, interest rates, and execution of restructuring and product-development plans. The filing reported no material changes to previously disclosed risk factors and no legal proceedings it believed would have a material adverse impact.
  • Non-GAAP diluted EPS was $1.11 for Q2 and $2.35 for H1, versus GAAP diluted EPS of $0.72 and $1.54, respectively. Non-GAAP measures exclude specified items, including stock compensation, intangible amortization, restructuring, and other adjustments.

Investor verification points

  • Check whether semiconductor and data center demand stabilize, and whether backlog converts to revenue at the expected pace.
  • Track inventory, component availability, premium costs, and gross-margin recovery as supply conditions change.
  • Monitor performance in Industrial and Medical and Telecom and Networking, where management cited uncertainty about sustaining recent revenue levels.
  • Review debt costs and refinancing exposure, particularly the variable-rate portion, alongside cash generation and capital spending.
  • Assess restructuring costs and benefits through the expected early-2024 completion, and compare reported GAAP results with the company’s non-GAAP adjustments.
