ADVANCED ENERGY INDUSTRIES INC annual report, FY2016

Advanced Energy Industries, Inc. — FY 2016 Form 10-K

Reporting period: Fiscal year ended December 31, 2016. The filing also reports unaudited fourth-quarter results. Unless stated otherwise, financial amounts below are in U.S. dollars.

Business context

Advanced Energy designs, manufactures, sells, and services precision power conversion, measurement, and control products used in semiconductor manufacturing and industrial applications. It reports continuing operations as one business, with revenue across semiconductor capital equipment, industrial capital equipment, and global support. Solar inverter production, engineering, and sales were discontinued at the end of 2015; remaining inverter warranty and wind-down items continue to affect reported results.

FY 2016 sales rose 16.6%. Semiconductor capital equipment sales grew 22.5% to $326.3 million; industrial capital equipment sales were essentially flat at $84.3 million; global support sales increased 14.0% to $73.1 million. Gross margin was unchanged, while operating margin improved modestly. R&D expense was $44.4 million and SG&A was $77.7 million.

Fourth-quarter 2016 sales were $135.3 million, compared with $86.9 million in Q4 2015. Operating income was $38.5 million versus $16.2 million; income from continuing operations was $40.4 million versus $11.5 million. Q4 2016 diluted EPS from continuing operations was $1.01, versus $0.28 a year earlier.

At year-end, continuing-operations cash and cash equivalents were $282.0 million and marketable securities were $4.7 million. The company reported no outstanding balance on its revolving credit facility before terminating it in September 2016; the filing does not identify other funded debt. Current assets were $438.3 million and current liabilities were $95.0 million. Capital expenditures were $6.8 million. Total operating cash flow, including discontinued operations, was $119.3 million.

Material changes versus prior period

  • Sales growth reflected a semiconductor-market rebound after a pause in Q4 2015, plus continued global support growth. Management reported record semiconductor sales in Q4 2016.
  • Gross profit increased with higher sales volume, procurement scale, fixed-overhead absorption, and a weaker Chinese yuan; gross margin remained 52.3%.
  • Continuing-operations income tax expense fell to $11.1 million from $22.0 million; the effective tax rate was 8.7% versus 20.8%, reflecting foreign earnings mix, tax credits, audit outcomes, and share-based compensation accounting.
  • FY 2015 included $198.7 million of inverter-related impairment charges, contributing to the large reported net loss. FY 2016 discontinued-operations income of $10.5 million included recovery of previously reserved receivables and reduced settlements of earlier liabilities; it is not a measure of ongoing product sales.
  • Backlog increased 58.4% to approximately $69.2 million at year-end, from $43.7 million, but may be delayed or canceled and is not necessarily predictive of sales.

Outlook, risks, and unusual items

Management said it entered 2017 focused on revenue growth through new products, design wins, applications, and geographic expansion, while emphasizing margin expansion, cash generation, and cost improvement. It projected a 2017 worldwide effective tax rate of approximately 15%, assuming no significant changes in global tax laws and regulations. The filing provides no specific revenue or earnings guidance.

  • Customer concentration is significant: Applied Materials represented 35.2% of FY 2016 sales and Lam Research 20.7%; the ten largest customers represented 67.7%. Accounts receivable from these two customers was 60.0% combined at year-end.
  • Markets are cyclical, and the company highlights exposure to changes in semiconductor equipment spending, customer forecasts, pricing pressure, and design-win outcomes.
  • Manufacturing concentration in Shenzhen, China, supplier dependencies, and potential trade, tariff, currency, regulatory, or geopolitical changes could disrupt supply or raise costs. A substantial portion of products is imported into the United States.
  • Legacy inverter warranty exposure remains: accrued inverter warranty liabilities were $30.2 million at year-end, including current and non-current amounts. Product failures, service costs, or customer disputes could increase the burden.
  • The HiTek pension plan was underfunded by $18.8 million; scheduled annual funding is approximately $0.8 million through April 2024, followed by higher payments under the stated commitment.
  • Contractual obligations totaled $121.9 million, including $74.9 million of supplier purchase commitments due within one year. The company also had $12.1 million of liabilities related to uncertain tax positions, excluded from that obligations table.
  • Management and the auditor reported effective internal control over financial reporting; the financial statement audit opinion was unqualified. The company reported ongoing legal disputes, including inverter-related matters, and stated outcomes are difficult to predict.

Important facts for investors to verify

  • Whether semiconductor demand, backlog conversion, and customer capital spending support continued growth—and whether customer concentration has changed.
  • Trends in gross and operating margins, including the effects of pricing, product mix, procurement, and foreign exchange.
  • Actual cash generation and the use of substantial foreign-held cash; $232.5 million of cash, cash equivalents, and marketable securities was held by foreign subsidiaries.
  • Changes in legacy inverter warranty reserves, service costs, and related litigation or settlements.
  • Progress toward the stated growth and margin priorities, and the realized effective tax rate versus the approximately 15% 2017 estimate.
