- Segment trends: Q3 Thin Films sales fell 26.0% to $56.8m, while Solar Energy sales rose 17.4% to $60.7m. For nine months, Thin Films sales declined 33.6% to $182.0m and Solar Energy grew 20.6% to $156.9m. Thin Films’ reported segment operating income was $6.1m in Q3 and $18.1m year to date; Solar Energy’s was $7.4m and $10.6m, respectively.
- Cash and liquidity: At September 30, cash and equivalents were $151.0m and marketable securities were $22.6m, totaling $173.7m. Current assets were $386.0m versus current liabilities of $93.6m. Operating cash flow was $92.3m; investing cash use was $1.5m and financing cash use was $55.2m for the nine months.
- Debt and financing: The filing reports no borrowings outstanding at quarter-end. On October 12, the company entered a secured revolving credit facility of up to $50m, with a possible increase to $75m subject to conditions; it matures in October 2017 and is secured by certain assets. Borrowings carry floating rates and the agreement includes covenants.
- Capital allocation: The company repurchased 4.7m shares for $57.1m during the first nine months, completing its $75m program in Q2. A new $25m repurchase program was announced October 30.
Material changes and management commentary
- Revenue declined 8.5% in Q3 and 16.2% year to date, driven by lower customer capital spending across thin-film markets. Weakness was particularly pronounced in non-semiconductor markets: solar-panel and flat-panel-display equipment demand was affected by oversupply, excess capacity, and delayed technology investment. Semiconductor spending also remained soft.
- Q3 gross margin improved year over year, helped by a higher proportion of utility-scale inverter sales, which typically have higher margins. Year-to-date gross margin fell as the sales mix shifted toward Solar Energy, which has lower overall gross margins than Thin Films.
- Operating cash flow improved substantially, primarily from better receivable collections and a smaller inventory increase than in 2011. Capital expenditures were $6.7m versus $14.6m in the prior-year period.
- The 2011 restructuring reduced headcount by 233 people, or 13.9%, and involved facility consolidation and asset impairments. The company expected completion in Q4 2012, another $2m–$3m of charges, and annual savings exceeding $30m. Cumulative charges through September were $12.8m; estimated total plan costs were $14.5m–$16.0m.
- Q3 income tax expense was $4.3m, with a 42.7% effective rate, versus 31.1% a year earlier. The nine-month rate was 36.6% versus 25.3%, reflecting a greater share of projected earnings taxed in higher-rate jurisdictions. A $30m repatriation from Japan in Q2 reclassified a previously recorded $2.1m deferred tax liability to current taxes payable.
Outlook, risks, and unusual items
- Management expected Q4 2012 semiconductor revenue to be below Q3; solar-panel sales to remain historically low through Q4 and early 2013; flat-panel-display sales to be flat to lower; and service revenue to decline. Solar Energy sales were expected to be flat to slightly higher in Q4.
- Backlog was $80.9m at September 30, up from $76.9m at year-end 2011, mainly due to utility-scale Solar Energy orders.
- Q3 included $3.0m of restructuring charges. Nine-month other income included a $1.9m gain from the sale of fixed assets to Hitachi; the company said manufacturing and other relationships related to the divested business had ended by June 30.
- Key risks include cyclical and weak end markets; volatility in solar incentives, customer financing, and technology adoption; project delivery/performance guarantees and long solar-inverter warranty periods; concentrated, non-interchangeable manufacturing sites, including increased reliance on Shenzhen; and market, credit, political, or sovereign risks affecting overseas cash and investments.
- Other exposures include $67.7m of firm supplier purchase commitments, $16.4m of uncertain tax positions, and $19.2m of deferred revenue from extended solar warranties. Two customers each represented at least 10% of Q3 sales; Applied Materials represented 12.0%, and Swinerton Builders 11.1%.
- The company disclosed no material legal-proceeding developments, no off-balance-sheet arrangements, and no material change in market-risk exposure from year-end 2011. Management concluded disclosure controls were effective as of September 30, 2012.
Investor verification points
- Confirm whether Q4 segment outlook and weak thin-film demand developed as management anticipated, especially in solar-panel, flat-panel, and semiconductor markets.
- Track whether restructuring charges stayed within the $14.5m–$16.0m estimate and whether anticipated annual savings above $30m were realized.
- Review the credit facility’s borrowing-base availability, any subsequent draws, covenant compliance, and associated collateral and fees.
- Monitor receivables, inventory, customer concentration, supplier commitments, and long-duration warranty costs for effects on cash conversion and margins.
- Assess the sustainability of Solar Energy growth and its utility-project mix, as well as the impact of higher effective tax rates and foreign-exchange movements.
