Material changes and drivers

  • Q3 revenue recovery reflected GoPro’s Hero 5 product ramp, growth in home security and monitoring cameras, and recovery in professional IP security. UAV revenue declined due to customer product-launch timing.
  • Nine-month revenue was lower primarily because of a significant wearable sports-camera downturn in the first half. Home security growth and first-half UAV growth partly offset the decline.
  • Research and development expense rose 17.7% in Q3 and 24.5% year to date; SG&A increased 20.4% and 19.2%, respectively. Higher employee-related stock compensation and SoC development costs contributed. Nine-month stock-based compensation was $35.5 million, up from $19.5 million.
  • Gross margin improved year over year. Recovery and sale of previously written-down inventory benefited gross margin by approximately $1.1 million in Q3 and $2.1 million year to date.
  • The lower effective tax rate reflected tax benefits from excess stock-based compensation deductions after early adoption of ASU 2016-09. The company recorded an approximately $11.5 million cumulative increase to opening retained earnings upon adoption.

Liquidity, outlook, risks and contingencies

  • Management said existing cash and anticipated operating cash generation should meet expected requirements for at least the next 12 months. It expects operating and capital expenditures to increase as staffing and business activities expand.
  • The filing provides no specific numerical revenue or earnings guidance. Management expected the adverse effect of Sony image-sensor supply disruption to continue into Q4 FY2017, but at a reduced level. The disruption followed earthquake damage to Sony’s production facility and affected customers’ ability to build or launch cameras.
  • Customer and channel concentration is material: Wintech and GoPro together represented approximately 84% of Q3 revenue and 78% of nine-month revenue. Wintech alone accounted for about 54% and 64%, respectively. The company warns that loss or reduced purchases from key customers, or interruption of Wintech’s role, could materially affect results.
  • Manufacturing, assembly and testing rely on third parties, primarily in Asia; the company has no long-term agreements with most suppliers. Manufacturing purchase commitments were approximately $22.1 million at quarter-end.
  • The company had repurchased 405,089 shares for approximately $20.2 million as of October 31, under a $75 million authorization. No shares were repurchased during Q3. The board extended the program through June 30, 2017 on November 29, 2016.
  • Gross unrecognized tax benefits were approximately $35.9 million; the company did not anticipate significant changes to uncertain tax positions in the next 12 months. The contractual-obligations table separately lists $0.925 million of uncertain tax liabilities for which payment timing could not be estimated.
  • Operating lease and technology-license commitments, contract manufacturer purchase obligations, and customer/vendor intellectual-property indemnities are disclosed. No material legal proceedings were reported. Management stated disclosure controls were effective and reported no material change in internal control over financial reporting.

Important facts for investors to verify

  • Whether the GoPro Hero 5 ramp and recovery in other camera markets were sustained, and how wearable-camera demand and customer inventory evolved after the quarter.
  • How the Sony image-sensor disruption affected Q4 shipments and whether supply conditions normalized.
  • Revenue dependence on Wintech, GoPro and a small number of end markets, including the basis for customer concentration percentages.
  • How much of reported gross-margin improvement came from the one-time recovery of written-down inventory, and the trend in stock-based compensation and operating expenses.
  • The status and potential outcomes of tax examinations and uncertain tax positions, as well as remaining capacity under the share-repurchase authorization.
