In Q3, Oncology/Surgery grew 9%, while Peripheral Vascular fell 2% and Vascular Access fell 3%. For the nine-month period, all three principal product categories grew, led by Oncology/Surgery at 9%. International sales grew 13% at constant currency over nine months.

Q3 cost of sales included a $5.0 million Morpheus inventory write-off. Acquisition, restructuring and other items included $9.2 million of fixed/long-term asset impairments, $6.4 million of NAMIC trademark impairment, and other charges. A $10.0 million Q3 gain from revaluing contingent consideration partly offset expenses. The reported Q3 income tax benefit was $7.7 million; the nine-month benefit was $5.3 million.

Liquidity, debt and balance sheet

  • Cash and cash equivalents were $19.7 million at February 28, 2015, versus $16.1 million at May 31, 2014; marketable securities were $1.7 million.
  • Total debt was $148.9 million: $7.5 million current and $141.4 million long-term. The revolving facility had $43.6 million of remaining capacity. The company reported compliance with both credit agreement financial covenants.
  • Operating cash flow of $15.4 million less capital expenditures of $11.0 million implies approximately $4.4 million of operating cash flow after property and equipment additions; investing cash flow was $(12.0) million and financing cash flow was $0.6 million.
  • Contingent acquisition consideration had a fair value of $47.0 million; the company estimated approximately $54.2 million of undiscounted future payments, subject to milestones.

Management believed available cash, operating cash generation and revolving credit capacity would meet anticipated capital needs for at least 12 months. Significant cash acquisitions could require external financing.

Material changes, outlook and risks

  • Morpheus recall: The company voluntarily recalled and discontinued its Morpheus Smart PICC CT product line after product complaints and communications from two international regulators. Q3 charges included $0.2 million of sales allowances, $5.0 million of inventory write-offs and $0.9 million of other costs.
  • Automated Power Injector: AngioDynamics halted investment and development due to regulatory-path concerns, impairing related fixed assets by $8.2 million. Lower expected NAMIC sales also led to a $6.4 million trademark impairment. The trademark was reclassified as finite-lived, with amortization expected to begin in Q4 fiscal 2015.
  • Restructuring and outlook: Restructuring affected finance, R&D and sales and marketing. Management expected a return to U.S. profitability in fiscal 2016 and described plans to improve margins through product innovation, operational efficiencies and expense management. The filing provides no quantified revenue or earnings guidance.
  • Strategic relationship: In April 2015, the company entered an agreement with EmboMedics, subject to shareholder approvals, for an exclusive worldwide license to market and sell its microsphere technology upon regulatory clearance. AngioDynamics planned an initial $2.0 million equity investment, with potential additional investments and an acquisition option tied to milestones.
  • Controls and reporting: Management concluded disclosure controls and internal control over financial reporting were not effective at February 28, 2015 because of material weaknesses in account reconciliations, financial reporting expertise and aspects of ERP-related accounting. Prior-period financial statements were revised for immaterial errors; current-quarter out-of-period corrections reduced net income by $0.4 million after tax. Remediation was in progress.
  • Legal and regulatory matters: A $74.9 million judgment against Biolitec-related defendants was affirmed on appeal in March 2015. Bard brought a new patent suit in Delaware; potential loss was not estimable, and no expense was recorded. The company was cooperating with a DOJ investigation concerning LC Beads. An FDA Warning Letter addressed quality-system observations at Navilyst facilities; management did not expect a material financial effect. The EndoVention case was settled and dismissed without a material adverse effect.
  • Other risks: Currency weakness, particularly in the euro, pound and Canadian dollar, pressured results; exposure may rise with international sales. The interest-rate swap matures in 2016, before the credit facility maturity in 2018. Management cautioned that debt covenants, regulatory matters, product acceptance, litigation and remediation efforts could affect results.

Most important facts for investors to verify

  • Whether core sales and gross margins recover after the Morpheus discontinuance and the Automated Power Injector decision.
  • Actual cash costs and customer impacts from the recall, and any further product-quality or FDA developments.
  • Progress in remediating material weaknesses, and whether future filings and covenant reporting are timely and reliable.
  • Debt, covenant headroom, contingent consideration payments and liquidity after capital spending and any EmboMedics investment.
  • Developments in the Bard and DOJ matters, the Biolitec judgment’s collectability, and any related material financial exposure.
  • Whether management’s fiscal 2016 profitability expectation is achieved; it is an outlook statement, not quantified guidance.
