ALPHA & OMEGA SEMICONDUCTOR Ltd quarterly report, Q1 FY2015

Business context and reporting period

Alpha and Omega Semiconductor Limited designs, develops and supplies power semiconductors for computing, consumer electronics, communications and industrial applications. This unaudited Form 10-Q covers the three months ended September 30, 2014, compared with the same quarter in 2013; the company’s MD&A identifies the period as the first quarter of fiscal 2015. The filing’s table of contents also refers to a “Fiscal Third Quarter,” creating a period-label inconsistency.

Power IC revenue rose 40.7% to $19.2 million, while power discrete revenue edged down 0.4% to $64.9 million and packaging and testing revenue fell 22.3% to $4.2 million. Product revenue growth reflected 14.2% higher unit shipments, partly offset by a 6.6% decline in average selling prices.

Liquidity, debt and balance sheet

Cash and cash equivalents were $117.8 million at September 30, nearly unchanged from June 30. Current assets were $227.0 million and current liabilities $69.8 million; the resulting current ratio was approximately 3.3. Total liabilities were $76.0 million. Short-term debt was $7.9 million, down from $13.8 million at June 30; the term loan is due in May 2015, is secured by specified subsidiary assets and Oregon fab-related property, and the company reported compliance with its financial covenants. Capital lease obligations totaled $1.8 million.

Operating cash flow of $7.6 million funded $2.3 million of capital expenditures and most of $5.7 million in borrowing repayments. Cash increased by $0.05 million net. Inventory rose to $68.4 million from $66.6 million. Outstanding purchase commitments were $20.6 million and capital commitments were $2.5 million at quarter-end.

Material changes, outlook and risks

  • Management attributed the modest gross-margin improvement to better factory utilization and cost controls, partly offset by selling-price erosion. SG&A increased 7.4% to $9.6 million, while R&D was broadly flat at $6.8 million.
  • The State of Oregon forgave a $0.3 million training loan after the company met the required conditions; the benefit was recorded as a reduction in cost of goods sold.
  • Management said existing cash and operating cash flow should cover anticipated needs, including working capital and capital expenditures, for at least the next 12 months. No specific revenue or earnings guidance was provided.
  • Management identified continued PC-market weakness as a risk: PC-related revenue was 47.3% of total revenue, versus 45.2% a year earlier. The filing notes that a faster PC decline or unsuccessful diversification could pressure demand, factory utilization and gross margin. Average selling prices are also expected to continue declining.
  • Customer concentration is significant: three customers represented 24.1%, 39.6% and 12.9% of quarterly revenue, respectively. The filing uses anonymized customer labels.
  • The effective tax rate was 67.5%, reflecting the geographic mix of earnings. Gross unrecognized tax benefits were approximately $6.8 million; management did not expect material changes in uncertain tax positions over the next 12 months.
  • No material pending legal proceedings, material off-balance-sheet arrangements, or material changes to previously disclosed risk factors were reported. The company noted the semiconductor industry’s potential for intellectual-property and other litigation.

Important facts for investors to verify

  • Confirm the applicable fiscal-quarter label, given the filing’s “Fiscal Third Quarter” reference and MD&A’s first-quarter FY2015 description.
  • Assess whether Power IC growth and new-product diversification can offset PC exposure, price erosion and declining packaging-and-testing revenue.
  • Monitor customer concentration, inventory levels and distributor ordering patterns for possible effects on sales and cash conversion.
  • Review the May 2015 term-loan maturity, covenant requirements and planned liquidity needs, including capital commitments.
  • Track the unusually high effective tax rate and resolution of tax examinations and uncertain tax positions.
