The efficiency ratio increased to 65.92% from 57.74%.
- Drivers: Management attributed lower net interest income mainly to a $0.93 million decline in gains on early acquired-loan payoffs and purchased-loan accretion, and lower loan yields. Higher staffing and compensation costs contributed to expense growth. The effective tax rate was 32.4%, versus 35.8%; 2017 included $0.13 million of excess tax benefits from stock-based compensation.
- Loans and credit: Total loans were $1,477.6 million, down $9.0 million from year-end; loans net of the allowance were $1,462.4 million. The allowance was $15.2 million, or 1.03% of total loans, versus 1.04% at year-end. No loan-loss provision was recorded; net charge-offs were $0.22 million, compared with net recoveries of $0.03 million a year earlier. Non-accrual loans rose to $1.2 million (0.08% of loans) from $0.15 million. Classified loans increased to $30.2 million from $19.6 million, largely following downgrades of a $9.6 million relationship and a well-secured $1.1 million commercial real estate loan.
- Deposits, liquidity and debt: Deposits increased $6.6 million to $1,779.3 million; non-interest-bearing deposits were $878.4 million, or 49.4% of total deposits. Total deposit cost was 0.07%. - Cash flow and capital: Operating cash flow was $7.0 million; investing activities provided $12.4 million and financing activities provided $5.0 million. Cash increased $24.4 million to $73.2 million. Bancorp’s total risk-based capital ratio was 14.68%, up from 14.32% at year-end; management said capital ratios exceeded well-capitalized requirements.
Material changes, outlook and risks
- The company transferred $129.0 million of mortgage-backed securities from available-for-sale to held-to-maturity in February, citing intent and ability to hold them to maturity and a desire to reduce balance-sheet volatility. The $3.0 million pre-tax unrealized loss at transfer remains in accumulated other comprehensive income and will be amortized over the securities’ remaining lives.
- Management described the loan pipeline as robust and expects it to support loan growth during 2017. It also cited strong capital, liquidity and a low-cost deposit base, and said acquisitions remain part of its strategy. Planned initiatives included a Healdsburg branch and an East Bay commercial banking office; no related expenses had been incurred in the quarter.
- Management expects acquired-loan accretion to decline as those loans pay off, but cannot predict the timing or impact on future margins. It said rising interest rates could increase net interest income; modeling projected a 0.1% increase in year one and 5.9% in year two after an immediate 200-basis-point rise, versus declines of 5.7% and 10.6% over those years after an immediate 100-basis-point fall. The filing cautions that such simulations depend on assumptions and are not forecasts of actual results.
- Key risks include interest-rate and deposit-flow changes, loan and real-estate credit quality, competition, economic conditions, regulatory or accounting changes, and acquisition integration. The company reported $415.8 million in undrawn loan commitments and standby letters of credit, $20.4 million in future operating lease commitments, and ongoing uncertainty related to Visa interchange litigation; it said it was not aware of significant future cash settlement payments required of it.
- The quarterly dividend declared was $0.27 per share, payable May 12, 2017. Management reported no material changes to previously disclosed risk factors, no material litigation expected to adversely affect financial condition, and effective disclosure controls.
Most important facts for investors to verify
- Whether loan growth materializes and whether the larger classified-loan balance or non-accrual loans lead to additional losses or provisioning.
- How quickly acquired-loan accretion and payoff gains decline, and whether core loan yields and net interest margin improve or continue to compress.
- Whether expense growth—particularly staffing, compensation and strategic expansion costs—can be absorbed without further efficiency-ratio deterioration.
- The sustainability and composition of deposit growth, liquidity levels, and assumptions for replacing $97.7 million of time deposits maturing over the next twelve months.
- The effects of the securities reclassification, changes in unrealized values, and any developments in Visa litigation or other contingencies.
