Cash flow, liquidity, and credit

  • First-half operating cash flow was $20.1, compared with $30.4 in 2012. Investing activities provided $9.4; financing activities used $80.0, including a $73.9 net deposit decline. Cash fell $50.5 to $459.3.
  • Management reported $724.0 of additional liquidity available through borrowing and other sources and considered liquidity sufficient for ongoing needs. Average liquidity in Q2 was $419.0.
  • Nonperforming assets were $96.7, or 3.77% of assets, down from $117.6 and 4.47% at year-end 2012. Nonaccrual loans were $41.6 and OREO was $55.1.
  • The allowance for loan losses was $27.3, 1.89% of loans and 65.66% of nonperforming loans. First-half net charge-offs were $4.4, or 0.60% annualized, versus $11.6, or 1.48%, in 2012.
  • Criticized loans totaled $223.0, down from $250.9 at year-end 2012. Troubled debt restructurings totaled $57.9; $3.6 of TDRs defaulted in the first half.

Material changes and management commentary

  • Profitability improved from the prior-year loss, primarily because first-half loan-loss provision declined to $2.5 from $10.5 and noninterest expense fell by $3.1. Lower OREO-related costs contributed to expense reductions.
  • Revenue remains pressured: first-half tax-equivalent net interest income declined $3.2 year over year. Management attributed the decline to shrinking loan balances, low yields, asset repricing, and a shift toward lower-yielding earning assets. The loan portfolio was about $110 smaller than in Q2 2012.
  • Management expects continued net interest margin pressure for the remainder of 2013. It said it would maintain short-duration balance-sheet positions rather than reach for yield, and continue efforts to grow lending without weakening credit standards.
  • The company plans to begin assigning some newly purchased securities to a held-to-maturity portfolio in Q3 2013, citing market conditions and anticipated rising rates. At June 30, all securities were available-for-sale; the portfolio had a $0.5 pretax net unrealized loss.
  • Goodwill was not impaired at June 30 after impairment testing, although the company’s market capitalization was below book equity and the first-stage test indicated reporting-unit carrying value exceeded estimated fair value.
  • The company had deferred interest payments on its $62.9 of trust-preferred notes since February 2012 in consultation with the Federal Reserve. The notes continue to accrue interest; dividend payments remain suspended, and regulatory approval is required for specified debt actions and payments.
  • Off-balance-sheet commitments included $281.0 of credit commitments and $11.1 of standby letters of credit. Management said many commitments are not expected to be drawn and did not anticipate material losses from letters of credit.
  • Management reported no known pending litigation expected to materially affect results or financial condition. A Visa-related swap remains subject to possible conversion-ratio payments; management did not expect further payments beyond fixed quarterly charges while settlement is finalized.

Important facts for investors to verify

  • Whether falling loan balances and low-rate repricing continue to reduce net interest income and the 3.59% margin.
  • Whether improving nonperforming-asset and charge-off trends persist, and whether the $27.3 allowance remains adequate as criticized loans and TDRs evolve.
  • How deposit outflows, seasonal public-fund balances, and the planned securities purchases affect liquidity and funding costs.
  • Whether continued OREO sales reduce the $55.1 balance without substantial additional write-downs or disposal costs.
  • The duration and regulatory conditions of trust-preferred interest deferrals and the restriction on dividends; the filing reports no dividends declared in the periods shown.
  • Potential further impairment of the bank preferred-stock investment and ongoing monitoring of goodwill, pension estimates, and loan-loss assumptions.
