  • Q3 revenue grew 7% year over year; nine-month revenue rose 16%. Factory automation was the principal growth driver. Q3 factory-automation sales increased 22%; excluding currency effects, they rose 16%.
  • Q3 operating income was nearly unchanged despite higher sales. Operating expenses increased $4.9 million, chiefly from strategic hiring and unfavorable currency effects.
  • For the first nine months, R&D expense rose 27% and SG&A rose 15% year over year. Higher spending included stock-based compensation, personnel, engineering, marketing, and currency impacts.
  • Gross margin improvement reflected stronger SISD margins and a greater revenue mix from higher-margin modular systems. Q3 SISD gross margin was 53%, up from 46%.

Liquidity, capital and balance sheet

  • At October 2, cash and cash equivalents were $30.2 million, short-term investments $142.4 million, and long-term investments $173.5 million; combined cash and investments were $346.1 million. Management cited approximately $340.2 million convertible to cash, excluding the limited partnership interest.
  • Current assets were $274.3 million and current liabilities $52.9 million. Cognex reported no long-term debt and said existing liquid resources plus operating cash flow should cover needs for the next 12 months.
  • Nine-month capital expenditures were $5.5 million. The company paid $10.9 million in dividends and repurchased $10.0 million of stock; operating cash flow was $62.4 million.
  • Inventory increased to $28.6 million from $22.7 million at December 31, 2010. Total shareholders’ equity was $541.4 million.

Outlook, commentary and risks

  • Management expected factory-automation revenue to increase in Q4 versus Q3. It noted a typical Q3 seasonal decline, but said Q3 sales in Europe and the Americas were relatively flat sequentially.
  • Semiconductor and electronics capital-equipment revenue declined sequentially in each quarter of 2011; management described the market as cyclical and future order visibility as limited. Japan revenue was affected by the earthquake and weaker electronics demand.
  • Management expects continued R&D investment in strategic areas and targets R&D spending at 10%–15% of revenue, with the ratio affected by revenue levels. No broader numerical revenue or earnings guidance is provided.
  • Risks include global economic conditions, industry cyclicality, foreign exchange, customer concentration or order changes, supply and product execution, competition, intellectual-property protection, litigation, and possible investment or goodwill impairment.
  • Patent litigation against MvTec and related parties remained ongoing; the company appealed the ITC’s finding of no violation. Cognex said an adverse outcome could materially affect financial position, liquidity, results, or indemnification obligations.
  • Available-for-sale investments had $966,000 of gross unrealized losses, but management reported no other-than-temporary impairment and said it did not intend, and was unlikely to be required, to sell before recovery or maturity.
  • Q3 tax expense included discrete items that reduced the effective tax rate to 21% from an otherwise indicated 23%. The company said $250,000–$500,000 of tax reserves could potentially be released over the next 12 months.
  • After quarter-end, the board declared a $0.10-per-share dividend and authorized a new $80 million repurchase program, to begin after completion of the existing program, which had approximately $20 million remaining.

Most important facts for investors to verify

  • Whether factory-automation growth continues and whether the stated Q4 sequential increase is achieved.
  • How semiconductor/electronics cyclicality, Japan demand, and currency movements affect orders and margins.
  • Whether operating expenses, especially R&D and SG&A, grow faster than revenue and pressure operating margins.
  • Developments and potential financial exposure in the pending patent litigation and tax matters.
  • Investment portfolio quality and liquidity, and the company’s execution of planned dividends and share repurchases.
