Material changes and operating trends

  • Q3 net sales grew 3% and gross profit 6%, but operating income declined 11%; higher SG&A and depreciation offset gross-profit growth. Net income rose 6%.
  • For the first nine months, net sales and gross profit each grew 14%, while SG&A rose 28% to $31.9 million. Net income fell 9% and operating income fell 19%.
  • Distribution drove sales growth: Q3 sales increased 9% to $72.2 million and nine-month sales increased 16% to $226.9 million. Solutions sales declined 36% to $6.2 million in Q3 and 9% to $18.3 million for nine months; management attributed the difference between Solutions net sales and adjusted gross billings to product mix and agent-versus-principal accounting.
  • Management cited organic growth through existing Distribution vendor partnerships, partly offset by increased customer rebates and discounts. Nine-month customer rebates and discounts increased to $9.2 million from $5.6 million; vendor rebates and discounts increased to $6.1 million from $4.1 million.
  • SG&A included $1.8 million of stock compensation for a one-time, immediately vested 35,000-share CEO award. Total nine-month share-based compensation was $3.4 million, versus $1.5 million. Management also cited higher staffing, commissions, training, infrastructure investment, professional fees and other non-recurring costs.

Outlook, risks and unusual items

  • Management expects working-capital needs to rise with business growth, but believes cash and unused revolver capacity will meet working-capital and cash requirements for the next 12 months. No formal revenue or earnings guidance is provided.
  • On October 6, 2023, after quarter-end, the company acquired Ireland-based Data Solutions Holdings Limited for €15.4 million (approximately $16.3 million), subject to working-capital and other adjustments, plus a potential earn-out. The company guaranteed certain buyer obligations, including the earn-out; the filing does not state the final total consideration.
  • Principal risks discussed include vendor and customer acceptance of the distribution channel, product availability and mix, competitive pricing, vendor rebates and incentives, acquisition integration, IT spending and customer demand, foreign-exchange movements, and the ability to pass through price increases. Two customers accounted for 38% of Q3 sales; one vendor accounted for 15% of Q3 purchases.
  • Foreign-currency transaction losses were $0.1 million for nine months, compared with $0.8 million in the prior-year period; translation adjustments reduced Q3 comprehensive income by $1.4 million. No foreign-exchange contracts were outstanding at quarter-end.
  • The company reported no off-balance-sheet arrangements. Management concluded disclosure controls were effective and reported no material change in internal control over financial reporting during Q3.

Key facts for investors to verify

  • Whether growth in adjusted gross billings translates into sustainable GAAP sales and gross-profit growth, given changing product mix and principal-versus-agent revenue recognition.
  • Whether elevated SG&A, share-based compensation and investment spending moderate, and how they affect operating margins and earnings.
  • The cash-flow contribution from working-capital releases, especially accounts receivable, and the cash requirements following the Data Solutions acquisition.
  • The acquisition’s final consideration, earn-out terms, financing, integration progress and contribution to results.
  • Exposure to major customers and vendors, and the continued availability of vendor rebates, discounts and credit support.
