Noncovered loans increased 0.8% from year-end 2011 to $2.37 billion, led by $47.6 million of commercial business loan growth. Total loans, net, declined slightly to $2.82 billion because covered loans decreased to $501.6 million. The allowance for noncovered loan losses was $52.3 million, or 2.20% of noncovered loans, compared with 2.26% at year-end 2011. Net noncovered charge-offs were $5.3 million.
Material changes versus the prior comparable period
- Net income increased 54% to $8.9 million, primarily from higher loan volumes and yields associated with three FDIC-assisted acquisitions completed in 2011.
- Net interest income increased 33%. Incremental accretion income from acquired loans rose to $22.4 million from $12.4 million in Q1 2011 and contributed approximately 218 basis points to the reported net interest margin.
- Noninterest income improved from a $5.4 million loss to $9.6 million of income, primarily because the reduction related to the FDIC loss-sharing asset was $1.7 million versus $14.8 million in the prior-year quarter.
- Provision expense increased materially: $4.5 million for noncovered loans and $15.7 million for covered loans, compared with no noncovered provision and a $422 thousand covered-loan provision recapture in Q1 2011. The covered-loan provision was partly offset by a $12.6 million increase in the FDIC loss-sharing asset.
- Noninterest expense increased 19% to $44.4 million, reflecting acquisition-related personnel and occupancy costs and a $2.2 million write-down of other personal property owned.
- Operating cash flow rose to $35.4 million, while investing activities generated $30.4 million, compared with $61.5 million of investing cash outflow in Q1 2011. Financing cash flow included $14.6 million of dividends, including a special dividend.
Outlook, risks, contingencies, and unusual items
The filing does not provide quantitative earnings guidance. Management stated that Q1 results are not necessarily indicative of full-year 2012 results and expects continued emphasis on commercial relationship banking. A quarterly dividend of $0.08 per share and a one-time special dividend of $0.14 per share were declared after quarter-end; the Q1 payment included a $0.29 per-share special dividend, resulting in total dividends paid of $0.37 per share.
- The FDIC loss-sharing asset was $159.1 million at March 31, 2012, down from $175.1 million at year-end. The estimated present value of the FDIC clawback liability was $3.6 million.
- Nonperforming noncovered assets declined to $79.1 million, or 1.84% of noncovered assets, from $85.4 million, or 2.02%, at year-end. Nonaccrual noncovered loans increased to $57.6 million from $53.5 million.
- Covered-loan credit deterioration produced $15.7 million of provision expense. Covered loans are subject to FDIC loss-sharing agreements that generally absorb 80% of losses, or 95% under specified arrangements.
- Management identified the allowance for loan losses, acquired impaired loans, FDIC loss-sharing assets, business combinations, and goodwill recoverability as critical accounting areas. Future credit deterioration, collateral-value declines, or changes in expected FDIC reimbursements could cause additional earnings volatility.
- The securities portfolio had $1.5 million of gross unrealized losses on securities with $189.1 million of fair value; management did not consider these securities other-than-temporarily impaired. A municipal security previously impaired in Q4 2011 could be repaid in approximately six to eight months following local tax increases, but any gain would be recognized only upon receipt.
- Principal risks include weak Washington and Oregon economies, commercial real estate and business-loan concentrations, further nonperforming assets, interest-rate changes, regulatory and FDIC assessment costs, acquisition integration, goodwill impairment, liquidity, operational, legal, and compliance risks.
- The company and Columbia Bank were classified as well-capitalized at March 31, 2012. Columbia Bank reported total risk-based capital of 18.76%, Tier 1 risk-based capital of 17.50%, and a leverage ratio of 11.45%.
- Routine litigation is pending in the ordinary course of business; management did not expect it to materially affect financial condition, results of operations, or cash flows.
Important facts for investors to verify
- Determine the sustainability of earnings excluding the $22.4 million of acquired-loan accretion income and other acquisition-accounting effects.
- Monitor covered-loan performance, the $20.5 million covered-loan allowance, the $159.1 million FDIC loss-sharing asset, and potential clawback obligations.
- Reconcile future loan growth with credit quality trends, including nonaccrual loans, charge-offs, classified assets, and the 2.20% noncovered-loan allowance ratio.
- Assess whether acquisition-related expense growth and unusual OPPO and OREO write-downs continue.
- Review liquidity sources, deposit stability, borrowing capacity, securities collateral, and the $711.6 million of commitments to extend credit.
- Evaluate the effect of special dividends and any future repurchases or acquisitions on capital ratios, retained earnings, EPS, and return on equity.
- Confirm the timing and amount of any repayment of the previously impaired municipal obligation and the resulting accounting treatment.
