Material changes and operating performance
- Q2 revenue declined 18.1%; first-half revenue declined 18.1%. The main driver was lower North American medium- and heavy-duty truck OEM sales, down 30.1% in Q2 and 28.7% for the first half. Management also cited softer construction and aftermarket sales and foreign-exchange translation effects.
- GTB segment revenue fell 24.9% in Q2 and 22.6% year to date. Its Q2 gross margin declined to 12.9% from 15.3%, and operating income fell to $8.5 million from $15.1 million.
- GCA segment revenue declined 3.1% in Q2 and 9.7% year to date, while gross margin improved to 15.0% in Q2 from 10.7%. Management attributed the improvement to cost discipline and restructuring savings.
- Consolidated Q2 gross margin was unchanged year over year, but operating margin declined. For the first half, gross margin improved while operating margin declined, reflecting lower operating income relative to revenue.
- Cash from operations rose despite lower earnings, primarily because lower sales reduced cash tied up in working capital. Accounts receivable and inventory balances declined from December 2015.
Outlook, commentary, risks and unusual items
- Management cited an ACT Research forecast of North American Class 8 production declining to 237,000 in 2016 and 215,000 in 2017. CVG’s own estimate for U.S. Class 8 demand in 2016 was 215,000–235,000; it expected North American Class 5–7 demand to be relatively stable and noted continued softness in global construction and agriculture markets.
- The company expects 2016 capital expenditures of $14–$16 million. It expects the November 2015 restructuring and cost-reduction program to reduce annual operating costs by $8–$12 million when fully implemented by the end of 2017. Estimated total pre-tax costs, including capital expenditures, were revised to $10–$14 million; 2016 expenditures were expected at $4–$5 million and 2017 at $3–$5 million.
- Restructuring includes transferring production from Edgewood, Iowa to Mexico and consolidating North American seat production. After quarter-end, CVG announced transfers of Monona, Iowa wire-harness production to Mexico and closure of the Shadyside, Ohio facility, both targeted for completion by June 2017; it also announced closure of its Wixom, Michigan administrative office.
- CVG reported that cash, operating cash flow and revolver availability were expected to fund anticipated needs for at least the next 12 months, but cautioned that this is not assured. A significant shortfall against forecasts or cost savings could trigger financial covenant requirements and impair borrowing access. Other stated risks include commercial vehicle cyclicality, customer or platform losses, competition, foreign currency exposure, regulation and financing availability.
- Unusual items included a $0.6 million impairment of equipment held for sale in the first quarter and $0.8 million of restructuring costs in the first half. The company recorded a $0.5 million gain on foreign-exchange contracts in Q2 and $0.7 million for the first half. Goodwill impairment testing in Q2 found no impairment.
- Ordinary-course legal matters were disclosed; management did not expect their outcome to materially affect financial position, results or cash flows. CVG reported effective disclosure controls as of June 30, 2016.
Key facts for investors to verify
- Whether the projected Class 8 market contraction and weak construction/agriculture conditions persist, and how they affect CVG’s sales and margins.
- Whether restructuring savings are realized on schedule, and whether total costs remain within the revised $10–$14 million estimate.
- Cash conversion and working-capital trends, especially whether the strong first-half operating cash flow is sustainable as production and sales change.
- Liquidity, borrowing availability and covenant headroom if performance or cash generation weakens; verify restrictions under the notes and revolver.
- Execution and costs of the Monona and Shadyside actions announced after quarter-end, and any further effects of foreign exchange, warranty claims or tax valuation allowances.
