Financial position, cash flow and liquidity

  • Total assets were $1.256 billion, up from $1.238 billion at year-end. Deposits increased to $979.2 million from $954.5 million; loans, net of allowance, declined to $614.3 million from $635.6 million. Available-for-sale securities rose to $512.7 million from $482.7 million.
  • Cash and cash equivalents were $54.4 million at June 30, versus $38.6 million at year-end. First-half operating cash flow was $13.3 million, investing cash flow $2.2 million, and financing cash flow $0.3 million. Dividends paid were $5.7 million.
  • Short-term borrowings were $4.6 million, down from $23.4 million; long-term borrowings were $73.2 million, little changed. Long-term debt included $61.0 million of repurchase agreements and $12.2 million of FHLB borrowings.
  • Stockholders’ equity was $189.2 million. The bank’s regulatory capital ratios exceeded well-capitalized thresholds: total risk-based capital 25.74%, Tier 1 risk-based capital 24.60%, and Tier 1 leverage 13.01%.
  • Management reported $384.1 million of available credit facilities and $275.9 million of unpledged available-for-sale securities, and believed liquidity was adequate to meet obligations.

Material changes and notable items

  • Profitability weakened year over year as loan yields and average loan balances fell. First-half average gross loans declined 5.7%, and the average loan yield fell to 5.51% from 5.84%. Lower funding costs partly offset reduced asset yields.
  • First-half mortgage loan sale gains fell to $0.42 million from $1.06 million, mainly due to lower volume and less refinancing. Trust and brokerage revenue grew, while total recurring noninterest revenue before securities gains declined 3.8%.
  • First-half expenses fell 6.8%, but this comparison includes a $1.02 million debt-prepayment loss in 2013. Excluding that item, expenses declined 1.2%.
  • In Q2, the company recorded a $1.49 million charge-off tied to one commercial borrower’s forbearance agreement. The allowance for loan losses fell to $7.27 million from $8.66 million, while the Q2 provision rose to $446,000. Nonperforming assets were $18.07 million, or 1.44% of assets; troubled debt restructurings increased to $8.11 million from $4.18 million at year-end.
  • Available-for-sale securities generated a $6.32 million after-tax first-half unrealized gain in other comprehensive income, versus an $8.74 million loss in 2013. This lifted accumulated other comprehensive income on securities to $5.32 million from a $1.00 million loss at year-end; the change reflects market-value movements, not operating earnings.

Outlook, risks and contingencies

The filing provides no earnings or revenue guidance. Management cited continued pressure from low interest rates and modest loan demand; it noted that accommodative monetary policy was expected to continue until at least mid-2015. Management expected capital to remain above well-capitalized regulatory standards despite a planned stock repurchase program and an $11 million bank dividend to the parent. Effective July 17, 2014, the company authorized repurchases of up to 622,500 shares, approximately 5% of shares outstanding at that date.

Key risks include interest-rate and securities valuation sensitivity, local economic conditions affecting borrowers, credit losses concentrated in a limited number of commercial relationships, competition, regulation and technology costs. The company also identified potential borrower and collateral impacts from changes to federal flood-insurance subsidies. Management said pending legal proceedings were not expected to materially affect results. Its interest-rate simulations remained within policy limits, but depend on assumptions and actual results could differ. The company reported effective disclosure controls and no material changes to internal control over financial reporting.

Important facts for investors to verify

  • Performance and status of the commercial borrower under forbearance, including any further charge-offs, allowance needs or TDR changes.
  • Whether loan growth, loan yields and net interest margin stabilize amid persistent low rates and modest demand.
  • Credit trends in nonperforming loans and assets, and adequacy of the allowance, which was 43.65% of nonperforming loans at quarter-end.
  • Execution and capital effects of the new share repurchase authorization and the $11 million bank dividend to the parent.
  • Potential exposure to flood-insurance cost increases, securities valuation changes and the company’s highly localized lending markets.
