- Net premiums written increased 11.2% in Q2 to $131.1 million and 9.7% in the first half to $252.5 million. Growth reflected rate increases, commercial new business, and MICO’s reduction of its external quota-share reinsurance from 50% to 40%.
- Insurance subsidiaries’ combined ratio improved to 105.4% in Q2 from 112.4%, and to 102.5% for the first half from 108.1%. Both remained above 100%, indicating underwriting losses. The first-half GAAP underwriting loss was $5.7 million, versus $17.0 million in 2011.
- Lower weather-related losses contributed to improved loss ratios. However, prior-year reserve development was unfavorable by approximately $2.3 million in Q2 and $2.7 million in the first half, versus favorable development in the comparable 2011 periods.
- Net investment income declined to $4.9 million in Q2 and $10.0 million in the first half, despite higher average invested assets, as yields fell. Realized investment gains also decreased year over year. DFSC earnings rose to $1.1 million in Q2 and $2.3 million in the first half, which management attributed to the UNNF merger.
Financial position, debt and liquidity
- At June 30, total assets were $1.327 billion, total investments $793.9 million, cash $18.0 million, and stockholders’ equity $393.6 million. At year-end 2011, these were $1.291 billion, $785.3 million, $13.2 million, and $383.5 million, respectively.
- Unpaid losses and loss expenses were $448.8 million, including $200.5 million of reinsurance recoverables; the reported net liability was $248.2 million. Management stated it believed reserves were adequate, while warning that ultimate claims may differ from estimates.
- Operating cash flow was $3.2 million, down from $9.5 million, primarily due to increased claim settlements. Cash rose to $18.0 million. Management cited marketable investments, maturities and a laddered fixed-maturity portfolio as liquidity sources.
- The $60 million unsecured revolving credit facility was renewed and expires in July 2015. Borrowings were $54.5 million under the line, with $5.5 million available; the reported balance-sheet line-of-credit amount was $54.9 million, including MICO borrowing. The rate on outstanding line borrowings was 2.50%. Subordinated debentures were $20.5 million.
- On July 19, 2012, the board declared quarterly dividends of $0.1225 per Class A share and $0.11 per Class B share. The company repurchased 45,764 Class A shares in the first half and had 117,608 shares remaining under its authorization.
Outlook, risks and unusual items
- The filing gives no specific earnings or premium-growth guidance. Management cautioned that interim results are not necessarily indicative of full-year results.
- Key risks identified include reserve adequacy, severe weather, economic and business conditions, interest rates, competition, reinsurance availability and cost, legal developments, regulation, and acquisition integration. A 1% change in the estimate of net unpaid-loss reserves would affect pretax results by approximately $2.5 million.
- Property catastrophe coverage increased from $130 million to $145 million per occurrence effective June 8, 2012. MICO’s quota-share reinsurance percentage fell to 40% effective January 1, 2012.
- During Q2, the company corrected an immaterial prior-year error by reducing accumulated other comprehensive income and increasing retained earnings by $1.8 million; the reclassification did not change total equity. No investment impairment losses were recorded in the first half.
- Disclosure controls were reported effective, with no material change in internal control over financial reporting. The filing reports no legal proceedings and no material changes to previously disclosed risk factors.
Investor verification priorities
- Track whether premium growth translates into underwriting profitability, given combined ratios above 100% and unfavorable reserve development.
- Review subsequent loss-reserve development, particularly workers’ compensation and personal automobile reserves, and the recoverability of reinsurance balances.
- Assess whether investment income can withstand continued low yields and how much earnings depend on realized gains and DFSC’s contribution.
- Monitor liquidity and covenant headroom with limited remaining availability on the revolving credit line, as well as insurance-subsidiary dividend capacity.
