Net premiums written increased 7.5%, with growth in commercial lines (+14.1%) and personal lines (+3.4%). Management attributed growth to new commercial business, rate increases, and reduced external quota-share reinsurance at Michigan Insurance Company (MICO). Commercial lines were 40.2% of written premiums, up from 37.8% in 2012.
The loss ratio improved to 66.6% from 70.1%, led by fewer weather-related homeowners claims. The expense ratio rose to 31.8% from 31.2%; the GAAP combined ratio nevertheless improved below 100%, indicating underwriting profitability. Net investment income fell to $18.8 million from $20.2 million, and realized investment gains declined to $2.4 million from $6.9 million. Interest expense decreased to $1.6 million from $2.4 million. Return on average equity was 6.6%, versus 5.9%.
At year-end, cash was $27.6 million and total investments were $791.8 million. Debt obligations were $63.0 million: $58.0 million in borrowings and $5.0 million in subordinated debentures. The $60 million unsecured revolving credit facility had $43 million outstanding and $17 million available; its stated interest rate was 2.42%. The company reported compliance with its credit covenants. Insurance subsidiaries could pay about $35.1 million of ordinary dividends to the parent in 2014 without prior regulatory approval, subject to applicable conditions.
The investment portfolio was predominantly fixed maturities; all insurance-subsidiary debt securities were investment grade. Net operating cash flow rose to $46.0 million from $25.0 million. Cash dividends declared totaled $13.0 million. The filing does not provide a standalone consolidated liquidity ratio.
Material changes and Q4 results
- Annual net income rose about 14%, while total revenue increased about 6%. The improvement in underwriting results was a major contributor.
- Prior-year loss reserves developed unfavorably by $10.4 million in 2013, compared with $7.6 million in 2012. Management cited higher-than-expected severity in private passenger auto liability, commercial multi-peril, commercial auto, and workers’ compensation.
- Equity decreased $3.2 million, principally because of after-tax unrealized losses in available-for-sale fixed maturities. Accumulated other comprehensive income moved from positive $26.4 million to a loss of $2.3 million.
- In November 2013, the company transferred fixed maturities with $227.3 million amortized cost to held-to-maturity classification. The filing reports $15.1 million of pre-transfer net unrealized losses segregated in accumulated other comprehensive loss for amortization over the securities’ remaining lives.
- Fourth-quarter 2013 net premiums earned were $133.0 million, total revenue $139.4 million, and net income $9.6 million; diluted EPS was $0.37 for Class A and $0.35 for Class B. In Q4 2012, the comparable figures were $121.8 million, $131.9 million, $6.2 million, and $0.25 / $0.22, respectively.
Outlook, risks, and unusual items
Management said its underwriting discipline and business strategy positioned the company well for 2014 and beyond. Its stated objective is to achieve a combined ratio below 100% and pursue profitable organic growth and acquisitions. The filing provides no specific earnings, premium-growth, or combined-ratio forecast for 2014.
- Reserves: Claims estimates are inherently uncertain. A 1% change in net loss and loss expense reserves would affect pretax results by approximately $2.7 million. The year-end net reserve was $265.6 million, with $230.0 million of reinsurance recoverables.
- Catastrophe and geographic concentration: Business is concentrated in Pennsylvania, Michigan, Maryland, and Virginia. Weather events or other localized losses could materially affect results.
- Reinsurance: Recoverables depend on reinsurer payment capacity, and reinsurance does not release the company from its obligations to policyholders. MICO also has significant Michigan auto PIP exposure and relies on the Michigan Catastrophic Claims Association for recoveries.
- Investments and rates: A predominantly fixed-income portfolio is exposed to interest-rate, credit, and fair-value risk. Lower reinvestment yields could pressure investment income.
- Governance and related parties: Donegal Mutual’s voting control, shared management, pooling, service charges, and reinsurance arrangements create potential conflicts between the parent’s stockholders and the mutual’s policyholders.
- Other: The company cited pricing competition, claims severity and litigation trends, regulatory constraints, reliance on independent agents, and acquisition-integration risks. Routine insurance litigation was not expected to have a material adverse effect. The external auditor gave unqualified opinions on the financial statements and internal control over financial reporting.
Important facts for investors to verify
- Whether the improved combined ratio and growth continue, particularly given the worsening commercial auto combined ratio and rising expense ratio.
- Subsequent development of the $265.6 million net claims reserve and the sustainability of 2013’s unfavorable reserve development.
- Collection and credit quality of reinsurance recoverables, including MCCA exposure and the impact of MICO’s reduced quota-share cession.
- Effects of interest-rate changes and the held-to-maturity reclassification on portfolio value, reported equity, and future investment income.
- Parent-company debt maturities, use of the revolving facility, and the availability of insurance-subsidiary dividends to fund parent obligations and shareholder distributions.
- Terms and ongoing oversight of Donegal Mutual pooling and other related-party arrangements, given its majority voting control.
