Q2 revenue was nearly flat: hardware sales rose 1.3% to $48.7M, while service revenue fell 37.6% to $1.4M. First-half revenue increased 2.9%, with product growth of 4.2% partly offset by a 24.8% decline in services. Q2 gross-margin improvement reflected stronger embedded and network product sales and cellular manufacturing cost reductions. Operating expenses fell 3.8% in Q2, mainly due to lower sales and marketing costs; R&D rose.

Q2 adjusted EBITDA from continuing operations, a non-GAAP measure, was $4.6M (9.1% of revenue), versus $3.0M (5.9%). First-half net income included a $3.23M after-tax contribution from discontinued operations, largely the Etherios sale gain; continuing-operations income was $5.36M. Therefore, reported first-half net income growth does not solely reflect ongoing operations.

Liquidity, cash flow and balance sheet

  • At March 31, 2016, cash and cash equivalents were $67.3M and marketable securities totaled $55.4M ($48.1M current; $7.3M long-term). Cash plus short-term securities was $115.4M; total cash and securities were $122.7M.
  • Working capital was $156.3M, compared with $137.0M at September 30, 2015; the comparison is affected by the prospective reclassification of deferred taxes as non-current.
  • First-half operating cash flow was $11.5M, versus $1.6M a year earlier. Investing activities provided $4.2M, including Etherios sale proceeds, and financing activities provided $6.5M. Cash increased $22.3M to $67.3M.
  • Total liabilities were $33.1M. The balance sheet shows no borrowings or debt line item; it includes $10.5M of contingent consideration for Bluenica ($0.85M current and $9.67M non-current).
  • Management expected FY2016 capital expenditures of approximately $4.8M; $1.2M had been spent by March 31. Management stated available liquidity, operating cash flow and financing access should fund operations and capital expenditures for the next 12 months and beyond.

Material changes, outlook and risks

  • Product mix: Q2 cellular routers and gateways declined 13.1%, and RF declined 21.4%; embedded rose 15.2% and network rose 25.8%. Management attributed cellular weakness partly to prior-year customer projects not repeating and said recent large network terminal-server sales were expected to decrease later in FY2016. Network products are largely mature, and management generally expects their revenue to decline over time.
  • Portfolio changes: Digi acquired Bluenica in October 2015 for $2.9M upfront, with revenue-based earn-outs capped at $11.6M plus a possible additional payment up to $3.5M. The recorded contingent consideration fair value was $10.5M at March 31. Digi sold Etherios in October 2015; $4.9M of sale consideration remained receivable, scheduled for payment in October 2016 and October 2017.
  • Share repurchases: On April 26, 2016, the board authorized repurchases of up to $15.0M through May 1, 2017. This was a subsequent authorization, not the prior quarter’s repurchases.
  • Legal matter: Digi settled the JSDQ Mesh Technologies patent claim on April 27, 2016, with no future payment obligations. Other claims may arise in the ordinary course; the filing gives no clear quantified exposure.
  • Risks and outlook: No specific revenue or earnings guidance was provided. Management cited project-driven quarterly sales volatility, competition, technology shifts, customer acceptance, supply-chain and economic uncertainties, foreign exchange, and acquisition/divestiture execution risks. A 10% currency movement from first-half average rates was estimated to affect revenue and equity by approximately 1.1% and 2.3%, respectively. The company had no formal FX hedging program.
  • Other unusual items include prior-year insurance proceeds of $1.0M that elevated Q2 FY2015 other income, and $0.7M of first-half FY2016 tax benefits specific to the period. The filing states the effective tax rate may vary with geographic income mix and discrete tax items.

Important facts for investors to verify

  • Whether embedded-product growth and large network customer orders can persist as management expects some recent network sales to decline.
  • How recurring service revenue develops after the Etherios divestiture and amid lower wireless design services revenue.
  • Bluenica’s revenue performance against earn-out thresholds and the resulting changes or payments in its contingent consideration.
  • Collection of the Etherios sale receivables and any remaining lease or divestiture obligations.
  • Use and timing of the new $15.0M repurchase authorization, alongside the stated capital-spending plan and liquidity.
  • Foreign-exchange effects, tax-rate variability, and the effect of any impairment or other valuation changes on goodwill and investments.
