Material changes versus comparable periods

  • Six-month net income rose 49.2%; Q2 net income rose 51.3%. Net interest income increased as lower funding costs more than offset lower interest income. Six-month interest expense fell 30.7%, while interest income fell 1.5%.
  • Loans grew $18.1 million, or 4.4%, from year-end; deposits rose $5.6 million, or 1.3%. Noninterest-bearing and savings/interest-bearing demand deposits increased, while time deposits declined $13.4 million.
  • Six-month provision expense fell to $0.6 million from $1.8 million. Net charge-offs were $0.715 million versus $1.077 million in the first half of 2011. The allowance was $8.628 million, or 2.01% of loans, versus 2.13% at year-end.
  • Nonperforming assets were 0.90% of loans and other real estate owned, down from 1.18% at year-end. Nonaccrual loans declined to $1.692 million from $2.449 million, partly due to partial charge-offs.
  • Available-for-sale securities declined $9.8 million to $104.3 million. Their net unrealized gain was $5.8 million at June 30, compared with $4.9 million at year-end.

Outlook, commentary, risks, and unusual items

The filing provides no specific earnings or financial guidance. Management describes a strategy focused on local lending, core deposits, customer relationships, sustainable growth, and managing interest-rate risk. Management considers the allowance adequate, but loan-loss estimates are inherently judgmental and actual losses may differ.

  • Key stated risks include borrower repayment and collateral values, real-estate market weakness, economic conditions, interest-rate changes, competition, regulatory changes, technology issues, and attracting and retaining key personnel. The loan portfolio is concentrated in real estate: 91.0% of loans were real-estate secured at June 30.
  • The company reported 23 troubled debt restructurings totaling $9.7 million at June 30, with $836,000 in specific allowances. Two restructured single-family loans totaling $555,000 defaulted under modified terms during the first half.
  • Q2 FDIC assessment expense included a $174,000 adjustment to correct prior-period prepaid-insurance expense. Q2 reported FDIC assessment expense was negative $77,000. This helped reduce reported expenses and is an unusual item.
  • Management cited regulatory changes affecting deposit-account fees and warned that debit-card interchange rules could reduce future income. Securities are exposed to market, interest-rate, currency, and credit risks; $19.1 million of securities were pledged.
  • Trust preferred notes carry a 2.09% floating rate at June 30 and are subject to call provisions beginning September 2012; management said it did not expect to call them in the foreseeable future. The related interest-rate swap converts the debt’s floating-rate exposure to a fixed 2.85% payment through December 2016.
  • No material pending legal proceedings were reported. Management said disclosure controls were effective and there were no material changes to internal control over financial reporting during the quarter. No subsequent events requiring adjustment or disclosure were identified.

Important facts for investors to verify

  • Whether improved earnings persist after considering lower loan-loss provisioning and the $174,000 FDIC expense adjustment.
  • Trends in criticized and nonperforming loans, troubled debt restructurings, charge-offs, and the adequacy of the allowance, especially in real-estate lending.
  • Whether loan growth remains supported by stable deposits, given lower cash balances and reduced FHLB advances; review liquidity sources and deposit mix.
  • Interest-rate and securities valuation exposure, including the swap terms, pledged securities, and unrealized gains.
  • Potential effects of regulatory fee changes, competition, and operating costs on future noninterest income and profitability.
