Material changes versus the prior comparable period

  • Loan growth and higher average earning assets supported 14% growth in net interest income, while net interest margin declined 10 basis points as earning-asset yields fell faster than funding costs improved.
  • Noninterest income fell 19% to $6.3 million, mainly reflecting lower residential mortgage loan-sale gains and investment-security gains. Mortgage originations closed were $132 million versus $285 million in Q1 2015. The prior-year period also included a $1.1 million loss on early debt extinguishment.
  • Noninterest expense was essentially unchanged at $28.1 million. The efficiency ratio improved, while salary, data-processing, marketing, and professional-fee costs increased and some premises and OREO costs declined.
  • Net charge-offs decreased to $1.1 million from $1.6 million; the annualized net charge-off ratio declined to 0.09% from 0.15%.
  • Nonperforming loans rose to $21.9 million from $13.2 million at December 31, 2015; nonperforming assets were $25.8 million, or 0.42% of assets. The allowance covered 249% of nonperforming loans.
  • Loans were up 3.2% and deposits up 0.6% from December 31, 2015. Noninterest-bearing deposits increased $69 million, while interest-bearing deposits declined $38 million.

Outlook, management commentary, and risks

  • The filing provides no specific earnings or growth guidance. Management cautions that quarterly results are not necessarily indicative of full-year results and that forward-looking statements depend on uncertain economic, competitive, and interest-rate conditions.
  • Commercial real estate and construction lending are significant concentrations: approximately 73% of loans were commercial real estate and real estate construction, and 84% of loans were secured by real estate. Non-owner-occupied commercial real estate, including construction, represented 417% of risk-based capital. Management described heightened monitoring and underwriting practices; concentrations may require higher capital and could affect shareholder returns.
  • Credit quality warrants monitoring. Nonaccrual loans increased during the quarter, and one $5.0 million restructured loan defaulted and moved to nonperforming status. Management identified $12.2 million of potential problem loans, down from $18.6 million at year-end.
  • Funding included $686.4 million of brokered deposits excluding reciprocal CDARS/ICS deposits, plus $498.0 million of reciprocal deposits. The Company warned that deterioration in its condition or reputation, or market-rate changes, could cause brokered-deposit outflows. Available contingent sources include FHLB advances, correspondent lines, brokered-deposit capacity, a holding-company credit line, and Federal Reserve discount-window capacity.
  • Three forward-starting interest-rate swaps had $250 million notional and an $8.8 million net liability fair value. The Company had posted $8.2 million of collateral. It estimated that $2.84 million would be reclassified from accumulated other comprehensive income as increased interest expense over the next 12 months. Contract provisions can require collateral or settlement in specified default or capital-status events.
  • Interest-rate simulations showed net interest income changing +0.4% under a 100-basis-point rate increase and −2.0% under a 100-basis-point decrease; the filing notes modeling assumptions and limitations. The 2016 capital conservation buffer can constrain dividends, repurchases, or discretionary bonuses if not maintained.
  • The filing reports no legal proceedings believed to have a material adverse impact and no material changes to the risk factors in the 2015 Form 10-K. Management reported effective disclosure controls and no material change in internal control over financial reporting.

Important facts for investors to verify

  • EPS disclosure inconsistency: the statement of operations and MD&A report Q1 2016 basic/diluted EPS of $0.70/$0.68, but Note 9 displays dashes for 2016 net income available to common shareholders and EPS. Confirm against the filed financial statements and subsequent corrections, if any.
  • Track the rise in nonaccrual loans and the $5.0 million TDR default, including subsequent payment performance, collateral values, and any reserve or charge-off changes.
  • Review commercial real estate and ADC concentration, construction exposure, and the share of ADC loans with funded interest reserves against the Bank’s risk limits and market conditions.
  • Assess the sustainability and cost of deposit funding, including brokered and reciprocal deposits, and whether reported contingent liquidity remains available under stress.
  • Monitor swap valuation, collateral requirements, and the stated expected reclassification to interest expense, as well as sensitivity to interest-rate and deposit-pricing assumptions.
