Material changes and credit quality
- Total assets rose 4.4% from year-end 2011. Available-for-sale securities increased $11.9m to $123.4m. Net loans rose $4.9m; commercial mortgage and construction loans grew $6.3m and $4.9m, respectively, while residential mortgage loans declined $4.7m.
- Deposits increased 5.4%. Interest-bearing demand and savings deposits grew $15.2m and noninterest-bearing checking deposits grew $14.2m, partly offset by a $9.7m decline in time deposits. FHLB borrowings were repaid by $2.3m.
- Nonperforming loans were $8.1m, up from $7.8m at year-end; nonaccrual loans were $8.0m, up from $7.4m. Past-due loans totaled $9.6m, down from $11.5m. The allowance for loan losses was $4.6m, compared with $4.2m, and nine-month net charge-offs were $0.716m, versus $1.1m in 2011.
- At September 30, impaired loans were $8.0m, including $1.65m of related allowance. Troubled debt restructurings totaled $4.69m, of which $4.38m were nonaccrual. Management cited elevated past-due loan levels, weaker local economic conditions, collateral-value pressure, unemployment, and increased exposure from commercial and second-lien lending.
Management commentary, outlook, and risks
- Reported earnings were reduced by a $693,000 pretax charge for a voluntary early retirement program involving 14 employees, effective September 30. Management estimated first-year pretax savings of approximately $617,000. Excluding the charge, management reported nine-month net income of $3.1m ($1.11 diluted per share) and Q3 net income of $1.1m ($0.41 diluted per share).
- Management attributed lower net interest income primarily to reduced yields amid historically low interest rates and a lower average loan balance, partly offset by lower funding costs. Higher gains on loan sales contributed to nine-month noninterest income growth; higher compensation expense, including the retirement charge, drove the expense increase.
- No specific earnings or financial guidance was provided. Management said the Bank was “well-capitalized” and compliant with applicable regulatory capital requirements: tangible, core, and risk-based capital ratios were 9.9%, 9.9%, and 15.5%, respectively, against stated minimums of 1.5%, 3.0%, and 8.0%. The Bank reported $22.7m of cash and cash equivalents and $123.4m of available-for-sale securities; additional FHLB borrowing and repurchase-agreement capacity was available.
- The portfolio is substantially concentrated in mortgage lending in southern Indiana. Management judged the allowance adequate but cautioned that future adjustments or losses could exceed estimates as economic, operating, or other conditions change. A privately issued CMO with $230,000 amortized cost and $202,000 fair value had been downgraded to substandard; no other-than-temporary impairment was recorded, but future deterioration could affect credit quality.
- Management reported no material change in market risk since December 31, 2011, no material change to previously disclosed risk factors, and no off-balance-sheet transactions in the period reasonably likely to have a material effect. The filing reports no material pending legal proceedings. Disclosure controls were deemed effective, with no material quarterly change in internal control over financial reporting.
Important facts for investors to verify

- Developments in nonperforming loans, delinquency, TDRs, charge-offs, and allowance adequacy, especially in commercial, construction, and second-lien portfolios.
- Whether deposit growth and mix remain stable, and the effect of interest rates and loan/securities mix on net interest spread and earnings.
- The condition and valuation of the privately issued CMO and other impaired assets, including collateral and appraisal assumptions.
- The Bank’s capital and liquidity position, available borrowing capacity, and any changes in dividend capacity from the Bank to the holding company.
