F5 Networks, Inc. — Q1 FY2015 Form 10-Q
Reporting period: Three months ended December 31, 2014; financial statements are unaudited. F5 provides software and hardware for application delivery, networking, security, and related services.
Financial performance and position
- Revenue: $462.8 million, up 13.9% year over year. Product revenue was $240.9 million (+10.2%); service revenue was $221.9 million (+18.1%). Management attributed growth to demand for core application delivery networking (ADN) products and a larger installed base supporting maintenance contracts.
- Profit: Gross profit was $383.4 million (+15.0%); operating income was $132.3 million (+21.2%); net income was $89.1 million (+30.9%). Diluted EPS was $1.21 versus $0.87.
- Margins: Gross margin increased to 82.9% from 82.1%; operating margin rose to 28.6% from 26.8%; net margin was 19.3% versus 16.7%. Service gross margin improved to 83.2% from 81.0%, while product gross margin was 82.5% versus 83.0%.
- Cash flow: Operating cash flow was $186.4 million, up from $158.9 million. Investing activities used $65.5 million; financing activities used $130.8 million, including $150.0 million for share repurchases. Cash and cash equivalents ended the quarter at $269.0 million.
- Liquidity and debt: Cash, short-term investments, and long-term investments totaled $1.167 billion at December 31, up from $1.128 billion at September 30. F5 reported no long-term debt. Current liabilities were $695.6 million; deferred revenue totaled $680.3 million, including $521.7 million current.
- Balance sheet: Total assets were $2.236 billion and shareholders’ equity was $1.356 billion. Accounts receivable was $255.9 million; management reported first-quarter days sales outstanding of 50.
Changes versus prior year
- Services grew faster than products, increasing from 46.2% to 47.9% of revenue. ADN products accounted for 99.2% of product revenue, compared with 98.3%.
- Operating expenses rose 11.9% to $251.1 million, slower than revenue growth; operating expenses declined to 54.3% of revenue from 55.2%. General and administrative expense increased 26.5%, including a $3.0 million tax expense and higher personnel costs.
- The effective tax rate fell to 34.0% from 37.8%, primarily reflecting recognition of the reinstated U.S. federal research credit. Other income was $2.6 million versus $0.2 million, helped by foreign-exchange gains and the absence of a $1.0 million legal-settlement charge in the prior-year quarter.
- Weighted-average diluted shares decreased to 73.9 million from 77.8 million, alongside substantial share repurchases.
Outlook, risks, and notable items
- Management said existing cash and investments, together with operating cash generation, should meet operating requirements for at least the next 12 months. It expected R&D expense to remain consistent as a percentage of revenue; the filing provides no specific revenue or EPS guidance.
- Management cited growth in deferred revenue from new and renewed maintenance contracts. It expects international sales to remain significant but gave no assurance that their share of revenue will hold at current levels.
- Key disclosed risks include dependence on ADN products, intense competition and pricing pressure, evolving cloud-based delivery models that could reduce revenue or margins, unpredictable sales timing and quarter-end shipment concentration, and reliance on indirect channels and a single contract manufacturer for ADN hardware.
- Distributor concentration is notable: four worldwide distributors together represented 59.5% of quarterly revenue. Three distributors represented 45.9% of accounts receivable at quarter-end.
- The filing identifies the CEO’s planned retirement at the end of FY2015 and the need for a timely successor as a potential business disruption. It also highlights cybersecurity/product-defect, international, supply-chain, and tax risks.
- On January 21, 2015, the board authorized an additional $750 million for repurchases, incremental to the existing $1.6 billion program. As of February 2, F5 reported 15.1 million shares repurchased and retired at an average $99.58 per share, with $841.7 million remaining authorized.
- No pending legal proceeding was identified as reasonably likely to have a material adverse effect. Ordinary-course claims remain subject to uncertainty. Management reported effective disclosure controls as of December 31, 2014.
Investor verification priorities
- Assess whether revenue growth and maintenance renewals persist, and monitor the high reliance on ADN products and a small number of distributors.
- Track gross-margin trends, particularly product costs and the sustainability of service-margin improvement.
- Evaluate the economics of continued repurchases against operating cash flow, investment balances, and future capital or acquisition needs.
- Monitor the CEO succession process, cloud-service execution and costs, and the single-source hardware manufacturing and component-supply exposure.
- Verify the durability of the lower effective tax rate, including the effect of research credits and resolution of tax audits and uncertain tax positions.
