- Revenue, margin and profitability: Six-month interest income was $15.467 million, down $1.534 million year over year, principally from lower loan yields and income. Interest expense fell $860,000, less than the interest-income decline; net interest income before provision declined $674,000. Average earning-asset yield fell 34 basis points to 3.65%, while cost of funds fell 22 basis points to 0.67%. Management attributed pressure to low rates, subdued loan growth and lower reinvestment yields. Q2 net interest income was down $291,000 year over year. Higher noninterest income—especially securities-sale gains—partly offset weaker net interest income; six-month net income declined $168,000.
- Cash flow: For the first half, operating activities provided $9.350 million, investing activities used $12.317 million, and financing activities used $18.662 million. Cash and cash equivalents declined $21.629 million, from $44.092 million at year-end to $22.463 million.
- Balance sheet and liquidity: At June 30, total assets were $922.333 million, down $24.327 million from December 31. Deposits were $747.612 million, down $15.640 million; net loans were $495.777 million, down $401,000. Available-for-sale securities were $354.474 million. Management said liquidity remained strong, citing $95.3 million of unsecured correspondent borrowing capacity and more than $153.6 million of unpledged securities.
- Debt and capital: Short-term borrowings were $54.728 million, up $3.416 million from year-end; FHLB advances were $7.1 million, down $4.5 million. Stockholders’ equity was $107.290 million, down $2.949 million, mainly reflecting a $5.665 million decline in accumulated other comprehensive income. Reported capital ratios were 11.50% primary, 10.97% Tier 1 leverage, 17.06% Tier 1 risk-based and 17.98% total risk-based.
- Credit quality: Past-due loans were 1.07% of total loans at June 30; nonaccrual loans were $4.609 million, impaired loans $4.521 million, and the allowance for loan losses $5.297 million. Total allowance for credit losses, including unfunded commitments, was $5.484 million. Six-month net charge-offs were $206,000; the allowance-to-nonperforming-loans ratio was 114.93%.
Material changes versus comparable periods
- Q2 and first-half net income were modestly lower year over year despite increased noninterest income. Six-month noninterest income rose $858,000, including a $429,000 increase in gains on securities sales; the first-half securities gain was $598,000.
- Loan balances were nearly flat versus year-end, but 2.7% higher than June 2012. Commercial real estate loans grew year over year, while commercial and industrial balances declined. Management cited a larger loan pipeline but said borrowing activity remained sluggish.
- Deposit balances declined, particularly time deposits (down $15.1 million from year-end), while NOW and savings accounts increased. The deposit mix continued shifting toward core transaction and savings accounts.
- Available-for-sale securities’ market-value changes caused a $5.666 million first-half other comprehensive loss, versus $6.764 million of other comprehensive income in first-half 2012. Accumulated other comprehensive income fell to $428,000 from $6.093 million at year-end. Management reported no securities with other-than-temporary impairment.
Outlook, commentary and risks
- Management expected low interest rates to persist through 2013 and warned that net interest margin could remain pressured absent stronger loan growth. It said changing asset and liability mix would be important to margin improvement and that rising rates could create repricing challenges.
- Management viewed local business conditions as gradually improving, while noting weak residential construction and refinancing, sluggish borrowing, and ongoing economic fragility. Agricultural performance remained an important portfolio factor, with weather and commodity prices identified as risks.
- The Bank said further gains from securities sales were limited for the remainder of 2013. Such gains had supported income, but market-value volatility also reduced equity through accumulated other comprehensive income.
- New Consumer Financial Protection Bureau mortgage rules effective January 2014 were described as significant; the Bank was assessing requirements and implementation. Management also cited compliance costs and regulatory change as constraints on profitability.
- Key risks include interest-rate changes, economic conditions, loan and investment portfolio quality, loan demand, deposit flows, competition and regulatory changes. The filing reported no material change to previously disclosed risk factors and no legal proceedings.
- The company stated that disclosure controls were effective and that no material change in internal control over financial reporting occurred during the quarter. No shares were repurchased in Q2 under the announced authorization.
Important facts for investors to verify

- Deposit retention and mix, including the effect of time-deposit runoff and the Bank’s deposit pricing strategy.
