Material changes and notable items

  • Loan growth was concentrated in commercial real estate, which increased to $248.9 million from $200.0 million. Management attributed growth to newer markets and the Custar acquisition; the acquisition’s full deposit impact was expected in 2014.
  • Asset-quality indicators improved: nonaccrual loans declined to $3.329 million from $4.828 million, and loans past due more than 30 days were reported at a historic low of 0.25%. Potential problem loans fell to $14.8 million from $24.7 million. Net charge-offs nevertheless increased to $888,000 from $605,000.
  • Net gains on loan sales fell to $1.123 million from $2.041 million, while gains on securities sales were $775,000 versus $852,000. Losses on sales of other assets, mainly foreclosed property, improved to $144,000 from $634,000.
  • Available-for-sale securities generated a $6.087 million after-tax other comprehensive loss, primarily reflecting market-value declines; accumulated other comprehensive income fell to $6,000 from $6.093 million. Management stated that it did not consider the securities’ unrealized losses other-than-temporary.
  • The Custar branch purchase brought in approximately $29.5 million of deposits and $11.4 million of loans. The transaction was completed for $1.2 million in cash and resulted in a $1.171 million core deposit intangible.

Outlook, risks and contingencies

Management expected interest rates to remain low through 2014 and identified loan growth as a priority, while noting that cautious borrowers could constrain demand. It expected the Custar deposits to support 2014 average balances. No formal earnings or revenue guidance is provided. Management said opportunities for securities-sale gains were more limited and acknowledged that some gains and refinancing-related income may not recur.

Principal risks include interest-rate and margin pressure, credit exposure to commercial real estate and agriculture, local economic conditions, deposit and loan demand, competition, and expanding regulatory and compliance costs. Management highlighted scrutiny of overdraft fees, card fraud and related expenses, and new mortgage rules. Its interest-rate shock analysis projected lower net interest income and margin in both rising- and falling-rate scenarios over the modeled period.

The bank had $201.891 million in commitments to extend credit, $14.818 million in credit-card arrangements, and $1.567 million in standby letters of credit. Management said routine legal claims were not expected to materially affect the financial statements; no material pending legal proceedings were disclosed. The independent auditor gave an unqualified opinion on the financial statements and concluded internal control over financial reporting was effective.

Important facts for investors to verify

  • Whether rapid loan growth, particularly in commercial real estate, is accompanied by sustained underwriting quality and adequate allowance coverage.
  • Whether the improvement in delinquencies and problem loans continues, and how charge-offs and potential problem loans develop.
  • How deposit mix, year-end repurchase balances, and the sharp cash decline affect liquidity and funding costs.
  • Whether net interest margin and earnings remain resilient if rates change, given management’s modeled compression in both rate directions.
  • How much future earnings depend on securities and loan-sale gains, overdraft fees, and other income sources that may be volatile or constrained.
  • The effect of unrealized securities losses, future share repurchases, and dividend capacity on capital and shareholder returns.
