Gross margin benefited from higher production volume, improved factory utilization, better yields, lower material costs, lower obsolete inventory charges and reduced acquisition-related amortization. Gross margin included $10.8 million of MicroProbe-related intangible amortization, compared with $15.8 million in fiscal 2014. Inventory provision expense was $6.5 million, down from $7.1 million.

Fiscal 2015 operating cash flow included substantial non-cash expenses, including $23.8 million of depreciation and amortization, $11.6 million of stock-based compensation and $6.5 million of excess and obsolete inventory provisions. The company repurchased 1.0 million shares for approximately $8.2 million.

The balance sheet reported total assets of $342.7 million, total liabilities of $48.0 million and stockholders’ equity of $294.7 million. The filing identifies no debt outstanding at year-end. Revenue Mix and Material Changes

MarketFiscal 2015 RevenueYear-over-Year Change
SoC$145.8 million, 51.7% of revenueUp 2.4%
DRAM$125.5 million, 44.5% of revenueUp 13.3%
Flash$11.0 million, 3.9% of revenueDown 28.4%
  • DRAM growth was driven mainly by market-share gains at a major South Korean memory producer following adoption of the SmartMatrix product.
  • SoC growth reflected higher mobile processor demand and market-share gains in CMOS image sensor testing.
  • Flash revenue declined because of weakness in the NOR Flash market, partly offset by increased NAND Flash demand for the TouchMatrix product.
  • South Korea became the largest shipping region at 25.2% of revenue, followed by North America at 23.4% and Taiwan at 21.9%.
  • Customer concentration increased: Intel, Samsung, SK hynix and Micron represented 60.2% of fiscal 2015 revenue, compared with 51.6% for the three largest customers in fiscal 2014. The ten largest customers represented 78% of revenue.

Guidance, Outlook, Commentary and Risks

The filing does not provide formal fiscal 2016 revenue or earnings guidance. Management stated that existing liquidity should satisfy working-capital requirements for at least the next twelve months, assuming the company maintains or grows revenue and manages its cost structure.

Management highlighted continued investment in new probe-card architectures and technologies, including Vector NAND Flash products and vertical MEMS products for copper-pillar and wirebond applications. Vector was successfully qualified at two customers in 2015, but further customer qualification and commercial adoption remain uncertain.

On February 3, 2016, after fiscal year-end, FormFactor agreed to acquire Cascade Microtech for $16.00 in cash plus 0.6534 FormFactor shares per Cascade share. The transaction was expected to close in mid-2016, subject to regulatory and shareholder approvals, and was not reflected in the fiscal 2015 financial statements. FormFactor obtained a commitment for a $150 million senior secured term loan to finance part of the transaction. The proposed acquisition could increase leverage, dilute existing shareholders, reduce liquidity and create integration and execution risks.

  • Semiconductor industry cyclicality, pricing pressure and changes in customer production or technology roadmaps could reduce demand.
  • Revenue dependence on a small number of large customers creates concentration, cancellation, collection and pricing risks.
  • Probe cards are custom products, creating exposure to order delays, cancellations, excess inventory and non-recoverable manufacturing costs.
  • Competition, customer qualification delays, manufacturing yields, product defects and technology transitions could affect revenue and margins.
  • Some components are sourced from sole or limited suppliers, creating supply interruption and cost risks.
  • International sales represented 77% of revenue, exposing the company to currency, geopolitical, trade, tax and collection risks.
  • The company maintained a valuation allowance against U.S. deferred tax assets and had significant tax credit and net operating loss carryforwards whose realization is uncertain.
  • A California wage-and-hour class action was certified in January 2016. Management believed any settlement would not be material, but defense costs could be material if the case proceeds.
  • Fiscal 2015 results included unusual benefits of approximately $1.5 million from a business interruption insurance recovery and $1.0 million from the sale of intellectual property. These items increased other income and are not necessarily recurring.

Investor Verification Checklist

  • Verify the terms, closing status, financing, debt covenants, share issuance and integration results of the Cascade Microtech acquisition.
  • Assess whether DRAM and SoC growth offsets continued deterioration in Flash revenue and whether customer concentration has changed.
  • Reconcile reported profitability with recurring operating performance excluding the $2.5 million of unusual fiscal 2015 gains.
  • Review future gross-margin sensitivity to pricing, factory utilization, inventory provisions and the remaining $25.6 million of finite-lived intangible assets.
  • Monitor cash conversion, inventory growth, purchase commitments and the company’s ability to fund the acquisition without constraining operations.
  • Evaluate the potential realization of deferred tax assets and the $17.0 million of unrecognized tax benefits.
  • Review customer qualification and volume adoption of Vector and other next-generation probe-card products.
  • Confirm the status and potential cost of the certified wage-and-hour class action and other intellectual-property matters.
