HARMONIC INC. annual report, FY2016

Harmonic Inc. — FY2016 Form 10-K

Reporting period: Fiscal year ended December 31, 2016. The filing also reports unaudited fourth-quarter results. FY2016 includes ten months of Thomson Video Networks (TVN) results following its February 29, 2016 acquisition; FY2015 does not include TVN.

Business context

Harmonic designs video infrastructure and broadband products and services. Its two segments are Video and Cable Edge. Revenue was generated 51% in the Americas, 31% in EMEA and 18% in APAC. The TVN acquisition expanded the Video business; Cable Edge was transitioning from legacy products toward DOCSIS 3.1 and software-based CableOS/CCAP solutions.

FY2016 segment revenue was $351.5 million for Video, up 20%, and $54.4 million for Cable Edge, down 36%. The reported annual revenue increase was primarily acquisition-driven: TVN contributed approximately $60.0 million of revenue and $22.0 million of gross profit. Unaudited pro forma revenue, as if TVN had been acquired at the start of each year, was $414.6 million in 2016 versus $456.3 million in 2015.

At year-end, Harmonic reported $128.25 million principal amount of 4.00% convertible notes due 2020, carried at $103.3 million, plus $21.2 million of assumed TVN debt and capital lease obligations. Current assets were $216.8 million and current liabilities $144.9 million. No dividend was declared; no shares were repurchased in 2016.

Material changes and unusual items

  • Gross margin fell 4.3 percentage points, reflecting TVN’s higher costs, restructuring and acquired-intangible amortization, as well as an approximately $4.0 million charge for obsolete Cable Edge inventory.
  • Operating expenses rose to $267.8 million from $215.7 million. FY2016 included $16.9 million of TVN acquisition and integration costs and $18.0 million of restructuring and related charges.
  • Harmonic recorded a $2.7 million impairment of its Vislink investment. A tax benefit of $8.1 million partially offset the pretax loss; the company maintained a valuation allowance against U.S. deferred tax assets.
  • Cash and short-term investments declined by $90.2 million year over year. Investing cash outflow included $75.7 million net cash paid for TVN; operating cash generation was only $0.4 million.
  • Fourth-quarter revenue was $113.1 million, gross profit $57.7 million and net loss $10.4 million, versus $86.6 million, $47.1 million and a $7.2 million loss, respectively, in Q4 2015. FY2016 quarterly data are unaudited.

Outlook, management commentary and risks

Management said Cable Edge customers were delaying purchases ahead of DOCSIS 3.1 and CCAP deployments; first CableOS shipments began in Q4 2016. Management expected current liquidity and projected operating cash flows to support needs for at least 12 months, and anticipated more than $20 million in annualized TVN integration and restructuring synergies. It expected approximately $5 million of additional restructuring and TVN acquisition/integration costs in 2017. No specific revenue or earnings guidance was provided.

  • Key risks include uncertain customer capital spending, competitive pricing, technology adoption and a possible faster decline in legacy Cable Edge demand than CableOS sales can offset.
  • Comcast received a warrant for up to 7,816,162 shares at $4.76 per share, subject to vesting tied to product adoption, pricing elections and purchases. Its value is treated as a customer incentive that reduces revenue from related sales.
  • Liquidity and execution warrant attention: operating cash flow was weak, cash fell substantially, and $42.1 million of cash was held by foreign subsidiaries and considered indefinitely reinvested.
  • Harmonic disclosed ongoing Avid patent litigation, including a MediaGrid case remanded for a new infringement trial and a Spectrum case scheduled for trial in November 2017. Potential losses could not be reasonably estimated.
  • TVN French R&D tax-credit receivables were approximately $25.7 million at year-end and are subject to recovery and audit risk. The acquired TVN entities excluded from the internal-control assessment represented approximately 20% of consolidated assets and 12% of revenue; management otherwise concluded controls were effective, and the auditor issued an unqualified opinion.

Important facts for investors to verify

  • Whether CableOS wins customer adoption quickly enough to replace declining legacy Cable Edge revenue, including progress against Comcast warrant milestones.
  • Whether TVN integration delivers the stated annualized synergies and whether the anticipated additional 2017 costs remain near management’s estimate.
  • Cash conversion, working capital, debt repayment capacity and the timing and collectability of French R&D tax credits.
  • Potential financial and operating effects of the Avid litigation and any other intellectual-property claims.
  • The impact of the forthcoming revenue-recognition standard, which management said could change timing for software licenses, professional services and contract acquisition costs; quantitative effects were not yet estimated.
