Changes versus comparable periods

  • Annual sales increased 11.5%, driven by an 18% rise in domestic sales; international sales fell 13%. First Defense and related extensions accounted for 91% of product sales, up from 89%.
  • Annual gross margin dollars were nearly flat, but margin rate declined six percentage points to 51%. Management attributed pressure partly to production interruptions while critical equipment was repaired or replaced, higher costs, and product mix.
  • Product-development expense rose 26% to $1.154 million; sales and marketing and administrative expenses were broadly stable.
  • Fourth-quarter sales increased 10% year over year to $1.559 million, but gross margin declined to $608,000 (39% of sales) from $750,000 (53%). The quarter recorded an operating loss of $210,000 and a net loss of $151,000.
  • Operating cash flow improved to $1.099 million, including a $442,000 cash-flow benefit from lower inventory. Cash and short-term investments together increased by $342,000.

Outlook, risks and unusual items

  • Mast Out investment and timing: The board approved approximately $1.5 million for equipment and facility modifications to produce pharmaceutical-grade Nisin. About $110,000 was expensed in Q4 2013; most of the remaining investment was expected to be expensed in the first half of 2014. Management expected a net loss for 2014, including the first half, despite projecting a return to profitability in the second half.
  • Regulatory and commercialization uncertainty: The FDA had completed Mast Out’s environmental, target-animal-safety and effectiveness technical sections. The human-food-safety method transfer was delayed, with completion then expected in 2015. The company aimed to submit its chemistry, manufacturing and controls section by late 2014 or early 2015 and projected possible approval and test marketing by end-2015, with delay into 2016 possible. Approval is not assured.
  • Funding and manufacturing risk: The planned $1.5 million project is intended to support regulatory work and limited initial production, not establish full-scale capacity. Management said later capacity expansion would require additional funding, a partner, licensing or a sale of product rights. A prospective partner paid a $250,000 option fee in 2013 but did not proceed with a license.
  • Nonrecurring and other items: The $250,000 option fee was recognized in 2013 other income after the prospective partner declined to license Mast Out; $47,604 of related capitalized costs was written off. The company also received approximately $62,000 from a mutual-insurance demutualization. These items contributed to positive net income despite a small operating loss.
  • Concentration and market risks: Two distributors represented 60% of 2013 product sales and 65% of year-end trade receivables. First Defense dependence, seasonal demand, agricultural economics and feed costs, competition, raw-material supply, regulatory compliance, and reliance on a small workforce are material risks.
  • Management reported effective disclosure controls and internal control over financial reporting; the independent auditor issued an unqualified opinion on the financial statements. The auditor did not attest to internal-control effectiveness.

Key facts for investors to verify

  • Whether First Defense sales and gross margins sustain growth, particularly after the 2013 margin-rate decline and equipment-related production disruption.
  • Whether Mast Out meets FDA review milestones and whether Nisin manufacturing yields and costs support viable commercialization.
  • How the company will fund expanded Mast Out production, and whether the 2014 spending and loss projections were achieved.
  • Whether distributor concentration, receivables exposure, and seasonal inventory or shipping constraints change materially.
  • How much reported earnings depended on the option fee and other non-operating items relative to recurring operating results.
