Patent licensing royalties were $107.0 million, including $4.2 million of past royalties; technology-solutions revenue was $0.8 million. The filing does not present a gross-margin measure. The effective tax rate was 34.1%, compared with 38.4%.

Material changes versus the comparable period

  • Revenue declined 2% year over year. Recurring revenue fell $6.8 million, principally because fixed-fee amortized royalties were lower and shipments by some non-Taiwanese licensees declined; $4.2 million of past royalties, mainly from resolving a licensee dispute, partly offset the decrease.
  • Operating expenses were nearly flat at $59.4 million. Lower intellectual-property enforcement and litigation costs were largely offset by higher incentive compensation, personnel costs and patent amortization. Q1 included a $3.0 million incentive-compensation accrual increase and $1.9 million severance charge.
  • Operating income declined 6%; attributable net income declined 3%, while diluted EPS increased to $0.79 from $0.78, with fewer weighted-average shares.
  • Operating cash flow increased to $16.2 million, mainly reflecting higher royalty receipts and lower cash operating expenses, partly offset by working-capital movements and higher taxes paid.
  • Cash and investments decreased $275.0 million, primarily reflecting repayment at maturity of $230.0 million of 2.50% convertible notes, $40.4 million of share repurchases, patent spending and dividends. Cash increased $14.1 million during the quarter, while short-term investments declined substantially.

Liquidity, capital and outlook

Management said available cash, investments and expected operating cash generation should fund operations, capital requirements, debt obligations and the existing repurchase and dividend programs for the next twelve months. The remaining notes have $316.0 million principal, mature in 2020 and carry a 1.50% coupon; their March 31 carrying value was $262.6 million. The company declared a $0.20-per-share quarterly dividend and said it currently expects to continue comparable dividends, subject to the board’s assessment of financial and other factors.

Deferred revenue totaled approximately $441.1 million, up $45.8 million during the quarter. The company expects about $110.0 million of fixed-fee royalty amortization to reduce that balance over the next twelve months; deferred-revenue recognition does not itself provide future cash. No formal earnings or revenue guidance is provided.

Under the Huawei arbitration outcome, the Paris Court of Appeal denied Huawei’s annulment request on April 12, 2016. Huawei agreed to make amounts due under the awards and resulting license agreement while retaining a possible further appeal. InterDigital expected the first payment in Q2 2016 and said related revenue would be recognized only when recognition criteria are met.

Risks, contingencies and notable items

  • Sharp arbitration: Sharp alleges excessive and discriminatory royalties and may seek damages of up to approximately $390 million. The evidentiary hearing was scheduled for July 2016. InterDigital recorded no accrual because it judged a loss not probable; the possible loss range could not be reasonably estimated.
  • Other material legal matters include Huawei and ZTE proceedings in China, Pegatron arbitration, Microsoft’s Sherman Act suit, and patent litigation involving ZTE and Nokia. The filing states that certain contingent losses were not accrued; outcomes and financial effects remain uncertain.
  • Customer and receivable concentration is significant: Pegatron represented 46% of Q1 revenue and Samsung 16%; five licensees represented 98% of net receivables at March 31.
  • InterDigital remains subject to commitments arising from China’s suspended antitrust investigation, including FRAND-related licensing commitments and an arbitration option before seeking exclusionary or injunctive relief against Chinese manufacturers; certain commitments run through May 22, 2019.
  • The company renewed and expanded its Convida Wireless joint venture with Sony to include 5G technologies. Management is evaluating the effect of new revenue-recognition and stock-compensation accounting guidance.
  • Management reported effective disclosure controls and no material changes in internal control over financial reporting during the quarter.

Most important facts for investors to verify

  • Whether Huawei makes the expected payments, whether it appeals in France, and when any related revenue qualifies for recognition.
  • Developments and potential exposure in the Sharp arbitration, including whether the claimed amount or loss assessment changes.
  • Royalty trends and customer concentration, particularly shipments and collections from Pegatron and other major licensees.
  • Cash generation, use of liquidity, the 2020 notes’ obligations, and remaining repurchase-program and dividend commitments.
  • Progress and outcomes in the other FRAND, antitrust and patent disputes, and any resulting effect on licensing practices or financial results.
