Q3 revenue growth was led by the Companion Animal Group (CAG), which generated $765.0 million of revenue, up 4.4% reported and 8.4% organically. Water revenue increased 7.1% reported and 11.8% organically. LPD revenue declined 2.3% reported but grew 6.9% organically. Other revenue declined 30.8%, primarily because of lower COVID-19 testing activity.
For the nine-month period, CAG revenue increased 6.4% reported and 8.6% organically, while veterinary software, services and diagnostic imaging systems grew 24.3% reported and 14.3% organically. LPD revenue declined 12.5% because of lower Chinese swine-testing demand compared with elevated African Swine Fever testing in the prior year.
As of September 30, 2022, cash and cash equivalents were $99.2 million, compared with $144.5 million at December 31, 2021. Working capital was negative $131.1 million, primarily reflecting increased revolver borrowings. Inventory rose to $355.0 million from $269.0 million, and inventory turns declined to 1.3 from 2.0 at year-end.
Total debt was approximately $1.394 billion, including $633.0 million under the revolving credit facility and $760.8 million of long-term debt. Remaining revolver availability was $365.5 million, reduced by $1.5 million of letters of credit. Gross debt to trailing twelve-month Adjusted EBITDA was 1.35x and net debt to Adjusted EBITDA was 1.26x. The company was in compliance with its 3.5x leverage covenant.
Material changes versus the prior comparable period
- Q3 operating income increased 8.3%, despite higher sales and marketing, general and administrative, and research and development expenses.
- Q3 gross margin improved 180 basis points, supported by pricing, improved software-service margins, reference-laboratory productivity, and favorable hedge effects; inflation, labor and facility costs, and freight partially offset these benefits.
- Nine-month operating income declined 8.3% and operating margin fell 390 basis points, primarily because of substantially higher research and development spending, including $80.0 million related to intellectual-property licensing arrangements, and higher personnel and commercial investments.
- Nine-month net income declined 12.9% and diluted EPS declined 11.0%, partly reflecting the lower operating income and higher effective tax rate.
- Operating cash flow declined $176.0 million, driven by lower net income and larger working-capital uses, including a $99.6 million inventory investment and higher use of cash for other assets and liabilities.
- The company repurchased 1.785 million shares for $753.2 million during the first nine months, versus 0.921 million shares for $526.4 million in the prior-year period.
- On October 20, 2022, IDEXX added a $250.0 million term loan due October 20, 2025, converted existing LIBOR-based borrowings to SOFR-based pricing, and increased potential total credit capacity to as much as $1.5 billion subject to conditions.
Guidance, outlook, commentary, risks and unusual items
- Management projected approximately $165 million of 2022 capital spending, including $40 million to $50 million for a new manufacturing and warehouse project.
- Management expected current cash, operating cash flow, and committed borrowing capacity to fund operations, capital requirements, and anticipated growth for at least the next twelve months.
- Management cited sustained demand for companion-animal healthcare. U.S. same-store diagnostics revenue per practice grew 7% in Q3, while same-store clinical visits declined an estimated 2.4%.
- Supply-chain constraints, component availability, logistics delays, inflation, fuel shortages or rationing, and higher labor and freight costs remain risks. Management reported mitigation actions but did not provide assurance regarding the duration or severity of these issues.
- Foreign exchange materially reduced reported performance. Management estimated that a stronger U.S. dollar could reduce fourth-quarter 2022 revenue by approximately $46 million, operating profit by $10 million, and diluted EPS by $0.90 versus the prior-year period, partially offset by approximately $13 million of operating-profit benefit from hedging.
- IDEXX is winding down its direct Russian operations. Regional 2021 revenue was less than 1% of consolidated revenue, and the company expects only limited third-party distribution activity to continue in Russia and Belarus.
- The company recorded a $27.5 million accrual for an ongoing royalty litigation matter involving an alleged underpayment of royalties. The plaintiff claims approximately $50 million including interest through June 30, 2020; the appellate court reversed an earlier trial-court decision, and further review was pending.
- During 2022, the company entered into intellectual-property licensing arrangements involving $55.0 million paid and $25.0 million accrued, expensed as research and development because the acquired rights had no alternative future use. It also purchased a $10.0 million perpetual license and made a $25.0 million preferred-share investment.
Investor verification points
- Reconcile organic revenue growth with reported growth, particularly the effects of currency and acquisitions.
- Assess whether recurring CAG demand, pricing, installed-base expansion, and software growth can offset weaker clinical visits and international currency headwinds.
- Monitor the effect of R&D licensing investments, inflation, freight costs, and laboratory productivity on operating margins.
- Review inventory growth, declining inventory turns, working-capital usage, and the sustainability of operating cash flow.
- Track debt refinancing, SOFR-based interest costs, leverage covenant compliance, and the use of the new term-loan proceeds.
- Evaluate foreign-exchange sensitivity and hedge effectiveness, including management’s fourth-quarter currency assumptions.
- Follow the royalty litigation, Russia wind-down, supply-chain conditions, and the recoverability of customer acquisition costs and contract assets.
