CAG revenue increased 7.5% to $1,236.9 million; Water increased 7.7% to $94.7 million; LPD increased 11.9% to $127.4 million; and Other increased 6.8% to $26.8 million.

Interest expense increased to $15.4 million from $5.4 million, primarily because of additional senior notes issued in 2013 and 2014.
Liquidity, debt and capital allocation
- Cash and cash equivalents were $322.5 million at December 31, 2014, compared with $279.1 million at year-end 2013.
- Working capital was negative $61.5 million, compared with positive working capital of $174.4 million in 2013, primarily reflecting classification of $549.0 million outstanding under the revolving credit facility as a current liability.
- The company had a $700 million unsecured revolving credit facility maturing June 18, 2019, with approximately $150 million of remaining borrowing availability at year-end, after consideration of a letter of credit.
- Long-term debt was $350.0 million at year-end. Senior notes issued in 2013 and 2014 bear fixed rates ranging from 3.32% to 4.04% and mature from 2021 through 2026.
- The company was in compliance with its debt covenants, including a maximum consolidated leverage ratio of 3.5-to-1.
- Share repurchases totaled 4.9 million shares at an aggregate cost of $618.2 million in 2014. No cash dividends were paid or planned.
Material changes versus the prior comparable period
- Revenue grew 7.9%, but operating income declined because of higher selling, general and administrative, and research and development spending.
- The U.S. transition to an all-direct sales model for rapid assay kits and instrument consumables began in the fourth quarter of 2014. Distributor inventory drawdown reduced fourth-quarter revenue by approximately $25 million and operating profit by approximately $21 million.
- Total 2014 operating profit was reduced by approximately $35.3 million by the direct-sales transition, consisting of the distributor inventory effect, approximately $5.0 million of incremental staffing and operating costs, and approximately $9.5 million of non-recurring implementation expenses.
- Management reported adjusted operating income of approximately $295.6 million, or 19.6% of revenue, after adjusting for the 2014 transition costs and the 2013 third-party service-provider bankruptcy charge.
- Inventory increased to $160.3 million from $133.4 million, reflecting preparation for the all-direct model and expected demand for CAG instruments.
- Seven businesses were acquired in 2014 for aggregate cash consideration of $25.1 million, primarily in cloud-based veterinary practice software and reference laboratory services.
- The Catalyst One chemistry analyzer launched in November 2014. Approximately $7 million of related instrument revenue was deferred until delivery in 2015.
Guidance, outlook, commentary and risks
- Management expected the U.S. direct-sales strategy to add approximately $50 million to $55 million of annual revenue and approximately $5 million to $8 million of operating profit in 2015, with benefits expected to scale over time.
- The strategy was expected to increase working-capital requirements by approximately $15 million to $20 million because IDEXX would hold inventory previously held by distributors and collect directly from customers.
- Management estimated 2015 capital expenditures of approximately $85 million.
- Management expected lower European bovine testing volumes to reduce 2015 LPD revenue by less than $5 million.
- Planned or upcoming product initiatives included Catalyst T4 testing, the SDMA kidney biomarker, and expanded intestinal parasite testing.
- Key risks include intense competition, reliance on sole- or single-source suppliers, regulatory approvals, foreign currency exposure, international operations, distributor and customer concentration, economic sensitivity in veterinary markets, data-security and privacy risks, patent and intellectual-property matters, tax audits, and debt covenant or refinancing risks.
- A 10% strengthening of the U.S. dollar was estimated to reduce 2015 operating income by approximately $9 million, excluding certain intercompany and monetary-balance effects.
- No goodwill or material intangible-asset impairment was identified in 2014. The filing states that future impairment charges remain possible if forecasts, growth rates, market conditions or discount rates deteriorate.
- Contingent liabilities totaled up to $11.8 million, including $6.3 million recorded on the balance sheet and $5.5 million not accrued because achievement of related revenue milestones was not considered probable.
Most important facts to verify
- Whether the expected revenue and operating-profit benefits from the U.S. all-direct sales model were achieved after 2014.
- The sustainability of CAG recurring revenue growth, particularly reference laboratory services and VetLab consumables.
- The effect of increased debt and variable-rate borrowings on interest expense, leverage and covenant headroom.
- Whether operating margins recover from the 2014 transition-related charges and elevated commercial investment.
- Foreign-exchange sensitivity, especially given the company’s international revenue exposure and stated dollar-strength risk.
- Execution and adoption of Catalyst One, SDMA, T4 testing and other new diagnostic products.
- Potential exposure from regulatory matters, tax examinations, supplier concentration, contingent consideration and unaccrued contingencies.
