Q3 revenue growth was led by CAG revenue of $283.8 million, up 8.2%, including strong consumables, rapid assay, reference laboratory, and information management performance. Water revenue increased 4.6%. LPD revenue increased 1.8% in Q3 but declined 1.2% for the nine-month period. CAG represented approximately 84% of Q3 revenue.

For the nine months, operating cash flow was $179.7 million versus $153.5 million in the prior-year period. Investing cash flow was negative $68.2 million, including $60.6 million of capital expenditures and the $10.1 million acquisition of a Brazilian distributor. Financing cash flow was negative $69.4 million, reflecting $282.9 million of share repurchases and $185.2 million of net revolving-credit borrowings. Cash increased to $264.8 million from $224.0 million at December 31, 2012.

At September 30, 2013, total assets were $1.20 billion and total liabilities were $660.3 million. Revolving-credit borrowings were $397.2 million, while long-term debt was $0.6 million. Remaining borrowing availability under the $450 million facility was $51.8 million after the facility's letter-of-credit reduction. Working capital was $32.3 million versus $163.2 million at December 31, 2012, primarily because borrowings were classified as current.

Material Changes Versus the Prior Comparable Period

  • Q3 and nine-month revenue increased 7.2% and 5.1%, respectively; organic revenue growth was 7.4% and 5.4%.
  • Gross margin expanded by approximately 80 basis points in Q3 and 110 basis points for the nine months, primarily due to pricing, mix, reference-laboratory efficiencies, and greater consumables contribution.
  • Operating margin declined 50 basis points in Q3 and 30 basis points for the nine months as operating expenses grew faster than revenue, particularly CAG sales and marketing, general and administrative, and research and development costs.
  • LPD profitability weakened substantially: nine-month operating income fell to $9.2 million from $15.6 million, and gross margin declined to 54.4% from 60.4%, reflecting lower testing volumes, manufacturing costs, materials costs, and currency effects.
  • Interest expense increased because of higher average revolving-credit borrowings.
  • The effective tax rate declined to 29.1% in Q3 and 28.9% for the nine months, versus 31.4% and 31.7%, respectively, primarily due to the reinstated R&D tax credit and, in Q3, resolution of an international tax audit.
  • Weighted-average diluted shares declined to 53.2 million in Q3 and 54.4 million for the nine months, reflecting significant repurchases.

Guidance, Outlook, Risks, Contingencies, and Unusual Items

Management stated that cash on hand, operating cash flow, and available borrowings were expected to fund operations, capital requirements, and strategic growth needs for at least the next twelve months. The 2013 capital expenditure plan was estimated at approximately $90 million. The filing does not provide a clear numerical revenue or earnings guidance range.

  • Management described U.S. patient-visit trends as improved from the post-2008 downturn but slowing during the first nine months of 2013. Economic weakness, cautious veterinary purchasing, and customer price sensitivity remain risks.
  • Foreign currency movements reduced revenue by approximately $2.2 million in Q3 and $6.9 million for the nine months. Approximately 41% of revenue came from customers outside the United States.
  • Approximately $263.2 million of cash was held by foreign subsidiaries and was subject to material potential repatriation tax effects.
  • In May 2013, IDEXX refinanced its $300 million revolving facility with a five-year, $450 million unsecured facility maturing May 8, 2018. The facility includes customary covenants and a consolidated leverage ratio limit of 3-to-1; the company reported compliance at quarter-end.
  • IDEXX recorded a $3.9 million loss related to the bankruptcy of a freight-payment service provider following employee fraud and internal-control failures at that provider. Potential recovery remained uncertain.
  • IDEXX acquired a Brazilian distributor for $10.1 million, recording $6.2 million of goodwill and $4.8 million of amortizable intangible assets; purchase accounting remained provisional.
  • The FTC investigation was resolved through a ten-year consent agreement approved February 11, 2013. IDEXX may maintain exclusive distribution agreements with two of three specified distributors; the modified MWI agreement permits competing products and may increase competitive pressure.
  • Key ongoing risks include competition, distributor purchasing volatility, reliance on single-source suppliers, biologic manufacturing and product-quality risks, regulatory approvals, foreign exchange, economic conditions, facility or information-system disruptions, intellectual-property claims, tax audits, and debt covenant compliance.
  • Management concluded that disclosure controls and procedures were effective at the reasonable-assurance level, with no material changes in internal control over financial reporting during the quarter.

Most Important Facts for Investors to Verify

  • Whether CAG consumables, reference-laboratory testing, and installed-base growth can offset weakness in instrument placements and broader economic pressure.
  • The sustainability of gross-margin expansion after pricing, mix, currency, and manufacturing effects.
  • LPD revenue and margin recovery, particularly after reduced European BSE testing and higher manufacturing costs.
  • Leverage, liquidity, and refinancing capacity given $397.2 million of revolving borrowings and only $51.8 million of stated remaining availability.
  • The effect of continued share repurchases on EPS, cash balances, and debt levels.
  • Potential recovery from the freight-service-company bankruptcy and any remaining exposure from the FTC consent agreement.
  • Tax-rate sustainability after the R&D credit and international audit resolution.
  • The amount and timing of 2013 capital expenditures and the use of foreign cash subject to potential repatriation taxes.
