Material changes versus the prior comparable period

  • Q2 revenue decreased 25%, primarily due to COVID-19-related reductions in customer shipments, including lower sequencing consumables and instrument sales. YTD revenue decreased 11%.
  • Q2 gross margin declined 70 basis points because of lower fixed-cost absorption and higher pandemic-related freight costs. YTD gross margin improved 150 basis points, primarily because sequencing consumables and development and licensing revenue represented a larger proportion of revenue.
  • Q2 operating margin fell to 15.2% from 24.5%; YTD operating margin fell to 19.1% from 24.3%, reflecting lower revenue and higher operating expenses as a percentage of revenue.
  • Net income attributable to stockholders declined 84% in Q2 and 58% YTD, driven by lower operating income, lower other income, and higher tax expense.
  • Q2 2020 included a 71.6% effective tax rate, including a $62 million valuation allowance for California research and development credits and a $28 million discrete tax expense related to the finalization of the Altera court case. The YTD effective tax rate was 35.7% versus 10.8% in 2019.
  • Other income was materially lower than in 2019 because the prior-year period included a $92 million unrealized gain on a strategic investment, a $39 million gain from Helix deconsolidation, and other favorable items.
  • Goodwill increased from $824 million to $894 million and intangible assets increased from $145 million to $156 million following a Q2 acquisition. The company reported no goodwill impairment.

Guidance, outlook, commentary, risks, and unusual items

Management stated that the COVID-19 pandemic significantly affected sales and operating results and expected the pandemic to continue negatively affecting performance, but said the magnitude and duration could not be predicted. The company expressly provided an update on Q2 and YTD results without discussing expectations for the remainder of 2020; no full-year guidance is provided in the filing.

  • COVID-19 risks include reduced demand, restricted sales and customer support activity, shipping and supply-chain disruption, limitations on research and product development, remote-work productivity effects, and financial-market volatility.
  • Illumina terminated its PacBio acquisition in January 2020. It paid $132 million during Q1 2020, comprising a $98 million reverse termination fee and $34 million of continuation advances. The filing recognized a $92 million expense difference between cash paid and the initial fair value of related derivative assets; the derivative assets had a June 28, 2020 fair value of $36 million.
  • The PacBio reverse termination fee and continuation advances may be repayable if specified financing or change-of-control events occur, subject to the conditions described in the filing.
  • The company expects existing cash, investments, and operating cash flow to fund near-term capital and operating needs for at least 12 months.
  • The $517 million principal amount of 2021 convertible notes became convertible on July 1, 2020 and remained convertible through September 30, 2020. The $750 million 2023 notes were not convertible as of June 28, 2020.
  • Illumina authorized $750 million of share repurchases and had approximately $420 million remaining under the authorization at quarter-end.
  • Illumina disclosed ordinary-course litigation involving intellectual property, employment, and contractual matters, but the filing does not provide a clear quantified aggregate exposure.
  • There were no material changes in internal control over financial reporting and no off-balance-sheet arrangements.

  • The timing and funding of the $517 million 2021 convertible-note maturity or conversion exposure.
  • Whether the unusually high Q2 tax rate and California credit valuation allowance are recurring or discrete items.

  • The use of the remaining $420 million share-repurchase authorization alongside acquisitions, strategic investments, capital expenditures, and debt obligations.
