Q3 revenue increased 35%; YTD revenue increased 30.5%. Q3 product revenue rose 31% to $416.2 million, while service and other revenue rose 69% to $64.5 million. YTD product revenue increased 26% and service and other revenue increased 70%. Q3 consumables revenue was $261.3 million, up 21%, and instrument revenue was $150.3 million, up 51%.

Q3 operating margin was 24.9%, compared with 12.7% in the prior-year quarter; YTD operating margin was 23.1%, compared with 5.8%. The Q3 effective tax rate was 16.9%; the YTD rate was 22.1%, compared with a negative 14.6% rate in the prior-year period. Tax-rate benefits reflected foreign tax credits, expiration of uncertain tax positions, and a greater mix of lower-taxed foreign earnings.

At September 28, 2014, cash and cash equivalents were $829.9 million and short-term investments were $441.5 million, for combined liquidity of approximately $1.3 billion. Cash and cash equivalents increased $118.3 million from December 29, 2013. Operating cash flow was partly offset by $73.8 million of investing cash usage and $167.0 million of financing cash usage. Capital expenditures were $71.2 million.

Material Changes Versus the Prior Comparable Period

  • Revenue growth was driven principally by sequencing instrument shipments, expansion of the installed base, sequencing consumables, service contracts, and sequencing and microarray services.
  • Gross margin benefited from manufacturing efficiencies and higher margins on sequencing instruments. The prior-year period included a $25.2 million impairment charge related to discontinued Eco and NuPCR product lines.
  • Research and development expense increased 20% in Q3 and 23% YTD, primarily due to increased headcount and product-development investment. Selling, general and administrative expense increased 25% in Q3 and 28% YTD.
  • Operating results benefited from substantially lower Syntrix-related charges. The prior-year YTD period included a $115.4 million legal contingency charge in operating expenses, while 2014 included $7.7 million of legal contingency expense in Q3 and YTD.
  • In June 2014, Illumina issued $1.15 billion of convertible notes due 2019 and 2021 and used proceeds plus cash on hand to repurchase $600.0 million principal amount of 2016 Notes for $1.2447 billion. The transaction generated a $31.4 million loss on extinguishment of debt.
  • YTD share repurchases totaled $202.4 million for approximately 1.3 million shares; $165.1 million remained available under repurchase authorizations at period-end.

Debt, Liquidity, Outlook, and Risks

Convertible-note principal outstanding was $1.470 billion at September 28, 2014, with $301.1 million classified as current and $979.8 million classified as long-term debt after accounting for the debt discount. The 2016 Notes had $320.0 million of principal outstanding and were convertible through December 31, 2014. The 2019 and 2021 Notes were not convertible at quarter-end. Management stated that cash, investments, and expected operating cash flow should be sufficient for near-term operating and capital needs for at least the next 12 months.

Management expects continued demand for sequencing technologies, expansion of the sequencing instrument installed base, and growth in sequencing consumables. It also expects research and development and selling, general and administrative expenses to continue increasing. The filing does not provide a specific numerical revenue or earnings guidance range.

  • Customer demand may be affected by government and academic funding reductions; management estimated that less than 30% of YTD 2014 revenue came from U.S. academic or government customers directly or indirectly reliant on NIH funding.
  • Microarray demand may decline as some research applications migrate to sequencing, although management expects offsetting demand from consumer, reproductive-health, and applied markets.
  • The company faces execution, manufacturing, technology, commercialization, competitive, acquisition-integration, foreign-exchange, tax, and regulatory risks.
  • Syntrix litigation remains material. The company accrued $148.8 million at quarter-end, including damages and interest, and is appealing the judgment. An 8% ongoing royalty applies to accused sales through patent expiration in 2019; $28.3 million had been deposited with the court for post-judgment royalties.
  • Management entered into an operating lease for an additional headquarters building with estimated minimum payments of $47.6 million over the initial term.
  • ASU 2014-09, the new revenue-recognition standard, will be effective beginning in fiscal 2017; the company was evaluating its impact.

Important Facts for Investors to Verify

  • Whether sequencing instrument growth and the expanding installed base translate into sustained consumables and service revenue growth.
  • The sustainability of the elevated gross margin after excluding the prior-year impairment benefit and considering product mix and pricing.
  • The timing, cash impact, and ultimate outcome of the Syntrix appeal and ongoing royalty obligations.
  • Future cash requirements associated with the $320.0 million 2016 Notes, newer convertible notes, share repurchases, acquisitions, and capital expenditures.
  • The effect of tax-related discrete benefits on comparability and the normalized effective tax rate.
  • Execution and regulatory progress in recently acquired clinical, reproductive-health, and diagnostic businesses.
