Material changes versus the prior period
- Annual sales increased 13%; growth across the three strategic businesses more than offset the sharp decline in Octane Additives.
- Operating income increased 7% and net income rose from $61.8 million to $85.0 million. The 2018 GAAP effective tax rate was 35.4%, down from 51.8%, but remained affected by Tax Act accounting; adjusted rates were 23.7% and 20.2%, respectively.
- Aggregate gross margin fell 1.4 percentage points. Performance Chemicals margin improved, while margins contracted in Fuel Specialties, Oilfield Services and especially Octane Additives.
- Operating cash flow increased by $22.2 million. Cash rose $32.9 million, while working capital increased $67.3 million, largely reflecting higher receivables and inventories supporting business growth.
- Debt and finance leases declined $13.4 million year over year. The dividend paid per share increased to $0.89 from $0.77.
Outlook, commentary, risks and unusual items
- Management described 2018 as positive and expects further revenue increases in 2019, citing product development and customer adoption. It gave no numerical earnings or cash-flow guidance and cautioned that markets remain challenging, particularly if commodity prices soften.
- Octane Additives sales depend on one remaining refinery customer transitioning to unleaded fuel. Management said sales might not continue beyond the first half of 2019; the filing also notes possible cessation beyond 2019.
- Oilfield Services demand is sensitive to oil and gas prices and customer activity. Other highlighted risks include raw-material cost and supply volatility, foreign exchange, Brexit-related trade and regulatory uncertainty, customer concentration, pension assumptions and acquisition integration.
- Unusual items included a $7.1 million restructuring charge, primarily for closure costs, redundancies and onerous leases at the Belgium operation; a $12.3 million fourth-quarter tax expense from finalizing the Tax Act transition-tax estimate; and $0.7 million of acquisition-related costs in Q4.
- Environmental remediation provisions were $49.5 million, principally related to the Ellesmere Port site; $5.9 million was classified as due within one year. The company reported no material pending legal proceedings. It also disclosed $5.0 million of guarantees not recorded as liabilities.
- Management reported effective disclosure controls and internal control over financial reporting; the auditor expressed unqualified opinions on the financial statements and internal controls.
Important facts for investors to verify
- Whether the remaining TEL customer stops purchases, and the resulting effect on Octane Additives earnings, cash flow and remediation obligations.
- Whether strategic-segment sales growth converts to improved margins, particularly given lower Oilfield Services margins and raw-material, transport and labor costs.
- The cash-flow and working-capital trajectory, including inventory levels and receivables as sales expand.
- Debt repayment and covenant headroom ahead of the $22.0 million 2019 term-loan installment and the facility’s November 2020 maturity.
- Potential developments in the $49.5 million remediation provision, the $14.0 million unrecognized-tax-benefit balance, Brexit exposure and pension assumptions.
