IPG Photonics Corporation — Q1 2018 Form 10-Q
Reporting period: Three months ended March 31, 2018. Unaudited consolidated results; financial amounts below are in U.S. dollars unless noted. IPG develops and manufactures fiber lasers, amplifiers, diode lasers and laser-based systems, primarily for materials processing markets.
Financial performance
| Metric | Q1 2018 | Q1 2017 / comparison |
|---|---|---|
| Net sales | $359.9 million | $285.8 million; up 25.9% |
| Gross profit / margin | $203.4 million / 56.5% | $157.3 million / 55.0% |
| Operating income / margin | $141.1 million / 39.2% | $101.5 million / 35.5% |
| Net income attributable to IPG / diluted EPS | $106.3 million / $1.93 | $74.9 million / $1.38 |
| Operating cash flow | $99.7 million | $50.8 million |
| Capital expenditures | $39.1 million | $21.9 million |
Revenue growth was concentrated in materials processing, up 28.4% to $339.2 million, which represented 94.3% of sales. High-power CW laser sales rose 37.3% to $230.6 million and pulsed laser sales rose 17.9%; QCW laser sales fell 24.2%, reflecting lower demand associated with the smartphone investment cycle. Other applications declined 4.9%, primarily from lower telecom sales.
Gross margin improved on manufacturing efficiency and a mix shift toward higher-power lasers, partly offset by lower average selling prices. Net income attributable to IPG increased 41.9%; net margin was 29.5%, versus 26.2% a year earlier. The effective tax rate was 25.0%, compared with 26.0%.
Liquidity, debt and balance sheet
- Cash and cash equivalents were $969.1 million at March 31, up $59.2 million from year-end; short-term investments were $206.8 million. Unused credit lines and overdraft facilities were $112.7 million.
- Total debt was $48.1 million, including $3.6 million current. The company reported no amounts drawn on its revolving credit facilities and was compliant with its financial covenants.
- Operating cash flow of $99.7 million was partly offset by $39.4 million of investing outflows and $17.9 million of financing outflows. Inventory increased to $356.4 million from $307.7 million at year-end; inventory uses of cash were $49.7 million.
- Financing outflows included $20.1 million of open-market share repurchases and $0.9 million of principal payments on long-term borrowings.
Material changes, outlook and risks
- Management expects 2018 capital expenditures of $170 million to $190 million, mainly for facilities and equipment to expand worldwide capacity. No specific revenue or earnings guidance is provided in the filing.
- Management cited continued product development and expansion of sales and marketing, and expects related expenses to increase in aggregate. It also expects to maintain comparatively high inventory to support growth, short delivery times and manufacturing continuity.
- Foreign exchange contributed a $5.3 million gain, compared with a $4.5 million loss in Q1 2017. Management estimated that unchanged year-ago exchange rates would have reduced Q1 2018 sales by $30.4 million and gross profit by $19.0 million, partly offset by $1.9 million lower operating expenses.
- Tax accounting under the Tax Cuts and Jobs Act remained incomplete. Q1 included $4.4 million of GILTI tax expense, partly offset by a $1.2 million FDII benefit; management expected to complete its accounting within the prescribed measurement period.
- The company adopted ASC 606 in 2018 using the modified retrospective method. It reported an $0.8 million increase in Q1 revenue versus prior revenue accounting, and expected the ongoing net-income impact to be immaterial.
- Risks discussed include currency movements, customer concentration, demand and product-mix shifts, competition and pricing, and the effect of slower sales growth on inventory conversion. The five largest customers represented 25% of Q1 sales; one customer represented 11%.
- Management reported no ongoing legal proceedings expected to have a material financial effect and no material changes to the risk factors disclosed in its 2017 Form 10-K.
Key facts for investors to verify
- Whether high-power laser demand and materials-processing growth continue, and whether lower QCW and telecom sales persist.
- Whether the planned $170 million–$190 million in 2018 capital spending translates into expected capacity and revenue growth.
- Inventory growth, cash conversion and the impact of any slowdown on working capital.
- Customer concentration and exposure to foreign exchange, particularly given the reported sensitivity of sales and gross profit to currency rates.
- Completion of Tax Act accounting and subsequent tax-rate effects, including GILTI and FDII.
- Execution of the share-repurchase program, which was authorized through June 30, 2018 and subject to a $100 million aggregate limit.
