Changes and management commentary
- Revenue growth was driven mainly by higher sales of high- and medium-power lasers for cutting and welding. Management cited continued fiber-laser adoption and increasing displacement of gas and Nd:YAG lasers in some applications.
- Gross margin fell 1.0 percentage point, primarily because of higher excess/obsolete inventory provisions and slightly lower manufacturing-overhead absorption. Inventory provisions were $2.4 million, versus $1.5 million.
- Research and development expense increased 45.3% to $12.8 million, reflecting higher personnel, materials, outside research, facilities and depreciation costs. Sales and marketing expense increased 22.1% to $7.2 million; general and administrative expense increased 9.4% to $12.9 million.
- Operating cash flow improved by $54.7 million year over year, including a much smaller cash outflow for income and other taxes payable than in Q1 2013. Cash used in investing was $11.3 million; financing provided $0.9 million.
- Foreign-exchange translation reduced other comprehensive income by $12.7 million. The income statement included a $1.4 million foreign-exchange gain, compared with $0.5 million a year earlier.
Outlook, risks and contingencies
- No specific revenue or earnings guidance is provided. Management expected 2014 capital expenditures of approximately $70 million, excluding acquisitions, and anticipated continued investment in sales, marketing and R&D.
- Management said cash, operating cash flows and available credit provide flexibility for capital needs and potential acquisitions. Future capital requirements depend on sales, product development, capacity and market acceptance.
- Russia/Ukraine sanctions and suspended U.S. export licensing posed a potential operational risk because Russian operations manufacture components for U.S. and German facilities and also receive components from them. No production or delivery disruption had occurred as of the filing, but further sanctions or supply interruptions could materially affect operations and results.
- Five largest customers generated 22% of quarterly sales, creating customer-concentration exposure. The company also identified pricing pressure and competition in Asia for pulsed lasers used in marking and engraving.
- The company had no foreign-currency hedges at March 31, 2014. Exchange-rate movements may affect results. It reported no legal proceedings expected by management to have a material financial effect and no material changes to internal control over financial reporting.
- The effective tax rate rose to 30.1% from 29.3%; Q1 2013 included a $0.8 million discrete benefit from U.S. R&D tax credits. The legislation authorizing credits had expired for 2014, and no benefit was recognized for the quarter.
Important facts for investors to verify
- Whether materials-processing growth and fiber-laser adoption persist, and whether Asian price competition continues to pressure pulsed-laser sales.
- Whether gross margins recover as inventory provisions and manufacturing-overhead absorption change.
- Progress and cash requirements for the approximately $70 million 2014 capital-expenditure plan.
- Any effects of Russia-related sanctions or supply-chain disruption on production, deliveries or customer access.
- Customer concentration, foreign-exchange exposure, and the company’s ability to refinance or repay debt maturing in 2015.
