IPG Photonics Corporation — Q2 2013 Form 10-Q
Reporting period: Three and six months ended June 30, 2013; comparisons are with the corresponding 2012 periods. The interim financial statements are unaudited. IPG develops and manufactures fiber lasers, amplifiers, diode lasers and related products, primarily for materials processing.
Financial performance

| Operating cash flow | Not presented by quarter | $24.3 million | $78.5 million |
Q2 sales increased 21.9%; six-month sales increased 18.7%. Materials-processing revenue rose 26.5% in Q2 and 27.6% for the half, while other-applications revenue fell 20.7% and 41.9%, respectively. Q2 operating income increased 6.1%, and six-month operating income increased 7.8%. Net income attributable to IPG rose 10.5% in Q2 and 13.6% for the half.
Margins were pressured by product and geographic mix, higher OEM volume discounts, and acquisition-related effects. Management attributed the Q2 gross-margin decline partly to acquisition inventory fair-value adjustments and lower manufacturing-cost absorption. Six-month net margin was approximately 24.8%, versus 25.9% in 2012; Q2 net margin was 24.8%, versus 27.4%.
Liquidity, cash flow and debt
At June 30, cash and cash equivalents were $369.5 million, compared with $384.1 million at December 31, 2012. Working capital excluding cash was $226.9 million, versus $155.5 million; unused credit lines and overdraft facilities totaled $61.6 million. Current assets were $691.6 million and current liabilities $95.2 million.
Six-month operating cash flow fell to $24.3 million from $78.5 million. Cash uses included higher accounts receivable and inventory and a $32.4 million decrease in income and other taxes payable; the filing cites approximately $32 million of German corporate-tax payments. Investing activities used $39.2 million, including $34.3 million of property, plant and equipment purchases and $5.6 million for an acquisition. Financing activities provided $1.7 million. Cash declined by $14.6 million over the half.
Total reported borrowings were approximately $15.2 million: $1.8 million under revolving facilities and $13.3 million of term debt, including $1.3 million current. The secured variable-rate note matures in June 2015; its interest rate is fixed through swaps. IPG reported compliance with its financial covenants at June 30.
Changes, outlook and notable items
- Q2 growth was driven by high-, medium-power and QCW lasers for cutting and welding, plus pulsed lasers for marking and engraving. Management cited increasing fiber-laser adoption and consumer-electronics demand. Telecommunications-related sales declined.
- Research and development expense rose 45.0% in Q2 and 34.2% for the half; general and administrative expense rose 46.9% and 31.9%. Management cited staffing, operating costs and acquired businesses. R&D priorities include UV, green and mid-infrared wavelengths, pulsed products, efficiency and manufacturing improvements.
- Q2 included a $2.8 million goodwill impairment for IPG Microsystems, whose markets had weaker sales and bookings. A $2.5 million reduction in contingent acquisition consideration partly offset the impairment. IPG also acquired Mobius Photonics in March 2013, adding UV-laser technology and $4.5 million of intangible assets.
- Management expected 2013 capital expenditures, excluding acquisitions, of $75 million to $80 million. It stated that cash, operating cash flows and credit facilities should provide flexibility for liquidity needs and potential complementary acquisitions; no specific revenue or earnings guidance was provided.
- Inventory increased to $154.1 million from $139.6 million. Management expects to maintain relatively high inventory to support growth, product lead times and customer delivery needs, while noting slower inventory conversion if sales growth weakens. The five largest customers accounted for 22% of first-half sales.
- In August 2013, after quarter-end, a former consultant sued IPG alleging trade-secret misappropriation, unfair trade practices and incorrect patent inventorship. Damages sought are unspecified, with double or treble damages also claimed. IPG intends to defend; it recorded no accrual because a loss was not deemed probable.
- Other disclosed risks include foreign-exchange exposure, variable demand and product mix, customer concentration, inventory obsolescence, intellectual-property litigation and covenant restrictions. IPG had no foreign-currency forward contracts outstanding at June 30. Management said disclosure controls were effective and reported no material change in internal control over financial reporting.
Key facts for investors to verify
- Whether materials-processing demand and growth in laser adoption continue, and whether declines in other applications persist.
- Whether gross margins recover as acquisition-related inventory effects and mix pressures change.
- Whether receivables and inventory convert to cash, particularly given lower operating cash flow and planned capital spending.
- The outcome and potential financial impact of the former consultant’s lawsuit, and the assumptions behind the IPG Microsystems impairment.
- Execution of the $75–$80 million capital expenditure plan and continued compliance with debt covenants.
